COMPUGEN LTD annual report, Q4 FY2013

Compugen Ltd. — 2013 Form 20-F Summary

Reporting period: Fiscal year ended December 31, 2013. This annual filing does not provide a standalone fourth-quarter income statement or cash-flow statement; figures below are for the full year unless stated otherwise. Amounts are U.S. dollars.

Business context

Compugen is an Israeli drug discovery and development company using computational biology to identify therapeutic candidates, principally antibody and protein therapies for oncology and immunology. Its business model relies on collaborations and licensing to fund later development and commercialization. Most programs remained at discovery, validation, or early preclinical stages. The 2013 Bayer agreement was its first collaboration involving the Pipeline Program.

Revenue largely reflected recognition over the service period of the Bayer upfront payment; $6.772 million remained deferred at year-end. Bayer revenue was recognized alongside $2.509 million of cost of revenue. Net loss increased despite the revenue gain, as operating expenses rose and income taxes of $500,000 were recorded. Net financial income of $3.460 million included a $3.711 million gain on Evogene share sales; this was a material, non-operating contributor.

Cash flows included $30.391 million provided by financing, principally share issuance, Baize funding and option exercises; investing activities used $11.575 million. The company reported no material off-balance-sheet arrangements. It disclosed no conventional borrowings; however, research and development funding arrangements and related items were recorded as $13.189 million of liabilities, including $12.431 million of embedded derivatives measured using significant unobservable inputs. These arrangements also give Baize participation rights in certain future proceeds and potential share-exchange rights.

Contractual obligations totaled $4.409 million: $3.170 million of operating leases, $927,000 of purchase obligations and $312,000 of accrued severance pay. In addition, contingent OCS royalty obligations were approximately $8.765 million, payable only if qualifying products generate revenue.

Material changes versus prior period

  • Revenue rose from $242,000 to $3.549 million, primarily due to the Bayer collaboration; 2011 revenue was nil.
  • Operating expenses increased 33% to $18.083 million. Net R&D expense rose 30% to $12.275 million, reflecting Pipeline Program expansion and U.S. antibody-development activity.
  • Cash and short-term liquidity increased substantially, supported by financing proceeds, the Bayer upfront payment and other sources. Operating cash use fell from $10.846 million to $6.439 million.
  • Outstanding ordinary shares increased from 36.6 million to 41.0 million, reflecting equity issuance and option exercises.
  • The company sold part of its Evogene investment and reported a significant realized gain; the remaining investment was valued at $4.565 million at year-end.

Outlook, commentary and risks

  • Management expected 2014 R&D spending to increase by more than 60% versus 2013 and exceed 70% of operating expenses. It believed available cash and short-term deposits would fund operations for at least 12 months, including that planned increase.
  • The Bayer agreement covers two immune-checkpoint targets. Compugen received a $10 million upfront payment and is eligible for more than $500 million in potential milestones, plus mid- to high-single-digit royalties on approved-product global net sales. These amounts are contingent, not assured revenue; Bayer controls later clinical development and may terminate all or part of the agreement.
  • The five potential ADC targets announced late in 2013 entered initial experimental validation. The filing gives no assurance that these or other candidates will succeed or attract partners.
  • Compugen had a history of losses, an accumulated deficit of $208.202 million, limited commercialization history and substantial dependence on third-party partners. Management expected continued losses; profitability was uncertain.
  • Key risks include early-stage drug-development failure, financing needs and possible dilution, dependence on Bayer and future collaborators, competition, manufacturing and regulatory hurdles, intellectual-property uncertainty, Israeli operating and security conditions, and NIS/U.S. dollar exposure. A 10% NIS appreciation was estimated to cause about $1.2 million of exchange losses; a 10% depreciation, about $1.0 million of gains.
  • The company reported no pending legal proceedings believed to have a significant financial effect and no cash dividends paid or expected in the foreseeable future. The auditor issued an unqualified opinion on the financial statements and internal controls; management also concluded controls were effective at year-end.

Important facts for investors to verify

  • Review the Bayer agreement’s termination, milestone, royalty and cost-sharing terms, and progress against the two research programs; distinguish contingent milestones from recognized or received cash.
  • Confirm the composition and availability of reported liquidity, planned 2014 cash burn, and whether financing is needed after the stated 12-month runway.
  • Assess the $13.189 million funding-arrangement liability, embedded-derivative valuation assumptions, Baize participation rights and potential share issuance or dilution.
  • Track candidate validation and partnering progress, particularly the immune-checkpoint and ADC programs, and whether development advances beyond preclinical stages.
  • Check customer concentration: one customer accounted for 93% of 2013 revenue, and confirm the identity and revenue composition in the underlying notes and exhibits.
