Business context and financial performance
Cognex develops machine-vision products and services for manufacturing automation. Its Modular Vision Systems Division (MVSD) serves discrete-item manufacturing and its Surface Inspection Systems Division (SISD) inspects continuously processed materials. Factory automation represented 80% of Q3 revenue; semiconductor and electronics capital equipment 6%; and surface inspection 14%.

Liquidity, debt, and capital allocation
At September 29, 2013, cash and cash equivalents were $30.4 million, short-term investments $186.6 million, and long-term investments $226.7 million—$443.7 million combined. Current assets were $319.1 million and current liabilities $50.6 million. The company reported no debt and said existing resources and operating cash flow should fund operating, investing, and financing needs for the next 12 months. Year-to-date investing cash outflow was $78.8 million, mainly reflecting net investment purchases; capital expenditures were $6.2 million.
Cash from operations fell to $59.2 million from $74.8 million year over year, including an unfavorable change in operating assets and liabilities. Cognex repurchased $28.1 million of stock during the first nine months, including under its authorized buyback programs. No dividends were paid in the period because dividends intended for 2013 and 2014 were accelerated and paid in 2012.
Material changes, outlook, and risks
- Factory automation revenue rose 18% in Q3 and 11% year to date. Semiconductor/electronics capital-equipment revenue declined 17% in Q3 and 15% year to date. Surface-inspection revenue rose 9% in Q3 but declined 2% year to date.
- Management expected factory-automation revenue to grow in Q4 compared with Q3, and identified Asia and ID products as growth opportunities. It noted limited visibility into semiconductor/electronics customer orders and expected the lower average selling price associated with the product mix shifting toward ID products to continue. No specific company-wide revenue or earnings guidance was provided.
- Operating expenses increased 19% in Q3, primarily due to strategic engineering and sales hiring, higher bonus accruals, and commissions. Management said it expected continued significant R&D investment, targeting 10%–15% of revenue.
- The 2013 effective tax rate was 13% for Q3 and 16% year to date, versus 19% and 20%, respectively, in 2012. Lower rates reflected discrete tax items and a greater share of income in lower-tax jurisdictions; these items supported reported earnings.
- Pending patent litigation, including an appeal involving MvTec and a suit against Microscan and Code Corporation, could adversely affect results if resolved unfavorably. The company also cited risks involving global economic conditions, industry cyclicality, automotive exposure, foreign exchange, competition, product transitions, suppliers, intellectual property, and taxes.
- Foreign-currency exposure is partly managed with short-term forward contracts; the company recorded a Q3 foreign-currency loss of $0.4 million. It reported no material change in market-risk exposure since year-end. No impairment charges were recorded for investments, goodwill, or other intangible assets during the nine months.
Important facts for investors to verify
- Whether factory-automation growth and the stated Q4 sequential-growth expectation materialized, and whether weaker semiconductor/electronics demand persisted.
- How higher R&D and SG&A spending, ID-product mix, and warranty or inventory provisions affected margins and operating leverage.
- Whether operating cash flow improves from the year-to-date level and how investment balances, buybacks, and any future dividends evolve.
- Developments and potential financial exposure in the patent lawsuits, tax audits and uncertain-tax reserves, and the remaining $0.6 million Venrock commitment.
- The sustainability of the unusually low reported 2013 tax rate, given discrete tax benefits and geographic income mix.
