Financial position and liquidity

  • At March 31, 2012, total assets were $1.288 billion, total investments were $782.5 million, and stockholders’ equity was $390.9 million.
  • Cash was $16.0 million. The company reported $54.5 million outstanding on its $60 million revolving credit facility, leaving $5.5 million available. The facility expires in July 2014; the borrowing rate was 2.25% at quarter-end.
  • Subordinated debentures were $20.5 million. Total borrowings and debentures were approximately $75.0 million.
  • Unpaid losses and loss expenses were $437.3 million gross, including $194.8 million of reinsurance recoverables; the net liability was $242.5 million. Total contractual obligations were reported at $317.4 million, including the net loss liability, credit line and debentures.
  • Investing activities provided $5.3 million, while financing activities used $2.5 million, including $3.0 million of cash dividends paid.

Material changes and management commentary

  • Net premiums written increased across both business lines: commercial lines rose 14.8% and personal lines 4.0%. Growth reflected commercial new business, rate increases and MICO’s reduction in its external quota-share reinsurance from 50% to 40% effective January 1, 2012. Management attributed $2.7 million of the written-premium increase to that quota-share change.
  • Lower weather-related losses helped reduce the loss ratio. Prior-year reserve development was virtually nil in Q1 2012, compared with $1.5 million of favorable development in Q1 2011.
  • DFSC equity earnings increased to $1.17 million from $0.12 million. Investment gains also rose materially; these items, together with improved underwriting, contributed to higher reported earnings.
  • Management reported no investment impairment losses in either comparison period. It considered unrealized losses temporary; at quarter-end available-for-sale securities had $1.57 million of gross unrealized losses. The company reported no direct subprime mortgage-backed securities exposure and no collateralized debt obligations.

Outlook, risks and other matters

  • The filing provides no quantified earnings or premium guidance. Management cautioned that first-quarter results are not necessarily indicative of full-year 2012 results.
  • Key risks include reserve-estimation uncertainty, claims severity and litigation trends, catastrophic weather, reinsurance availability and collectibility, investment and interest-rate risk, competition, regulation, and economic conditions. Management estimated that a 1% change in net loss reserves would affect pretax results by approximately $2.4 million.
  • The credit facility has financial covenants. A minimum interest-coverage requirement had been waived at December 31, 2011; the company said its ratio exceeded the minimum at March 31, 2012 and that it complied with the other requirements.
  • The board declared quarterly dividends on April 19, 2012: $0.1225 per Class A share and $0.11 per Class B share, payable May 15, 2012. Management reported no material change in risk factors from the 2011 Form 10-K, no legal proceedings, and effective disclosure controls.

Important facts for investors to verify

  1. How much of earnings growth is sustainable versus attributable to realized investment gains and higher DFSC equity earnings?
  2. Whether premium growth persists after separating rate increases and new business from the MICO quota-share change.
  3. Subsequent loss-reserve development, particularly given claims-severity, litigation and workers’ compensation uncertainties.
  4. Reinsurance recoverability and exposure under the Donegal Mutual pooling arrangement.
  5. Credit-facility covenant headroom, interest-rate sensitivity and remaining borrowing capacity.
