Digi International Inc. — Q1 FY2013 Form 10-Q
Reporting period: Three months ended December 31, 2012. All financial amounts are in U.S. dollars; statements are unaudited. Digi provides machine-to-machine (M2M) networking products and solutions.
Financial performance
- Revenue: $47.0 million, up 0.7% from $46.7 million. Growth products and services revenue rose 8.6% to $25.8 million (55% of sales); mature products fell 7.1% to $21.2 million.
- Gross profit and margin: $24.5 million; gross margin was 52.1%, versus 52.4% a year earlier.
- Operating income and margin: $1.7 million and 3.5%, compared with $0.8 million and 1.8%. Operating expenses declined 3.4% to $22.8 million.
- Net income and EPS: $1.2 million, or $0.05 per diluted share, versus $0.7 million, or $0.03 per diluted share.
- Cash flow: Operating cash flow was $2.3 million, compared with $0.2 million. Investing used $6.7 million, including $12.9 million net cash for the Etherios acquisition; financing used $3.8 million, including $4.2 million of treasury-stock purchases. Cash and cash equivalents declined $8.2 million to $52.0 million.
- Liquidity and debt: Cash, cash equivalents and short-term marketable securities totaled $101.5 million, versus $118.6 million at September 30, 2012. Working capital was $139.6 million. The balance sheet reports no borrowings or debt line item; total liabilities were $22.8 million.
Changes and business developments
- Total sales were nearly flat. North America declined 2.7%, partly reflecting slower-than-expected closure of large customer projects; international sales increased overall. The prior-year quarter was affected by Thailand flooding, which reduced sales by approximately $3.0 million.
- Wireless sales increased 9.2% to $21.7 million and represented 46.1% of sales; wired sales declined 10.9% to $23.9 million. Embedded sales increased 2.7%; non-embedded sales declined 1.1%.
- Digi acquired Etherios on October 31, 2012, for $20.5 million in total consideration, including $13.7 million cash and $6.8 million in shares. Etherios contributed $1.4 million in sales and $0.8 million in operating expenses during the quarter. Purchase accounting was preliminary, including $17.1 million of goodwill.
- Operating expenses were $0.8 million lower year over year, chiefly due to reduced research and development costs and the absence of prior-year restructuring expense. Etherios-related consulting services generally carry lower margins than product sales.
- Digi repurchased 458,007 shares for approximately $4.3 million under a $20 million authorization expiring September 30, 2013.
Outlook, risks and contingencies
- Management expects positive operating cash flows, believes available liquidity and financing capacity will fund operations and capital expenditures for the next 12 months and beyond, and estimates FY2013 capital expenditures of approximately $3.9 million. No specific revenue or earnings guidance is provided.
- Management expects wireless products and services to grow faster than wired products, while warning that the transition to solutions-based selling may create uneven demand and longer sales cycles. It expects sales of certain mature products, including serial servers and Rabbit-branded products, to continue declining.
- Risks cited include competition, rapid technology change, customer acceptance and project timing, reliance on third-party distributors, acquisition integration and realization of benefits, global economic conditions, supply disruptions, foreign exchange, and product defects.
- A patent infringement suit filed by U.S. Ethernet Innovations remains unresolved; Digi says it cannot predict the outcome or estimate a loss range. The SIPCO matter was settled in October 2012 for $0.5 million, with a royalty-bearing license through 2018; management does not expect a material future financial impact.
- Approximately $23.3 million of accumulated undistributed foreign earnings is not currently intended for repatriation. Estimated unrecognized U.S. tax on those earnings is $2.5–$3.5 million if the repatriation position changes. Management also expects unrecognized tax benefits to increase approximately $0.4–$0.5 million over the next 12 months.
- Available-for-sale securities had $17,000 of unrealized losses; management considered them temporary. A deterioration in market conditions could result in impairment charges. The Etherios purchase-price allocation remained subject to revision.
Important facts for investors to verify
- Whether large North American customer projects close as anticipated and whether organic sales improve, excluding Etherios and the prior-year Thailand disruption.
- Whether growth in wireless and other growth products offsets continued declines in mature wired products, and how the mix shift affects gross margins.
- Final Etherios purchase accounting, integration costs, and progress in realizing expected commercial benefits.
- Cash generation and liquidity after acquisition spending and continued share repurchases; the extent of any future repatriation-related taxes.
- Developments in the unresolved patent litigation and any resulting financial exposure.
