Recurring revenue reached a record $125 million, up 16%, and represented 43% of total revenue, an increase of 500 basis points. Management stated that this supports its previously announced target of $150 million of recurring revenue by the end of 2025.

Revenue by geography was $177.1 million in the Americas, $87.1 million in Europe and $26.8 million in Asia Pacific. Americas revenue increased 6%, while Europe declined 3% and Asia Pacific declined 10%.

Total operating expenses increased 8% to $276.4 million. Key increases included bad debt expense, license fees, contract labor, restructuring, travel and entertainment, stock-based compensation and computer expenses. Interest expense increased to $6.2 million from $3.2 million, primarily because of higher interest rates and higher debt-related costs. The effective tax rate increased to 29.8% from 26.1%.

Liquidity, debt and capital allocation

  • Operating cash flow was $12.3 million. Capital expenditures were $3.4 million, and investing cash outflow was $4.4 million.
  • Cash flow from financing activities was negative $16.2 million, including $8.7 million of dividends, $3.5 million of share repurchases, $2.7 million of tax withholding payments related to stock compensation and $1.5 million of contingent consideration payments.
  • The February 2023 amended credit agreement replaced the term loan with a $140 million senior secured revolving facility maturing February 22, 2028. Borrowings were $79.2 million at year-end, leaving approximately $60.8 million of stated revolving capacity before other limitations.
  • The facility bears floating-rate interest based on the Base Rate or Term SOFR plus an applicable margin. Management estimates that a 100-basis-point increase in interest rates would reduce annual pre-tax earnings by approximately $0.8 million.
  • The company was in compliance with its financial covenants at year-end, including a debt-to-adjusted-EBITDA covenant of 3.25. Management expects current cash and operating cash flow to satisfy working capital, capital expenditure and debt financing needs for at least the next twelve months.
  • The quarterly dividend was $0.045 per share, or $0.18 annually. The company had approximately $25.9 million remaining under its share repurchase authorization at December 31, 2023.

Material changes versus the prior comparable period

  • Revenue increased modestly despite management’s characterization of the broader IT and business services industry as declining 6% during 2023. Management reported a strong first nine months followed by a soft fourth quarter as macroeconomic concerns reduced near-term advisory demand.
  • Profitability deteriorated materially. Operating margin fell to 5.0% from 10.3%, and net income declined 69%.
  • A $4.8 million allowance for doubtful accounts was recorded in the fourth quarter for a client that failed to make payments on two multi-year projects. The company ceased work and terminated the projects; ultimate collections could differ from the recorded estimate.
  • Adjusted EBITDA declined 13%, partly because ISG retained advisory personnel in anticipation of a market recovery and invested in AI training for more than 1,200 employees.
  • Recurring revenue grew substantially, led by research and platform businesses, while project-based advisory demand softened late in the year.
  • ISG acquired substantially all assets of Ventana Research on October 31, 2023 for $1.0 million in cash plus estimated contingent consideration of $1.7 million. The acquisition added software-vendor research capabilities, more than 40 clients and nearly two dozen research professionals.
  • Goodwill increased to $97.2 million from $95.0 million, with no goodwill impairment recorded.

Guidance, outlook, commentary and risks

Management expects demand for digital transformation, automation, Generative AI, cloud, data analytics, sourcing and managed services to support longer-term growth. Strategic priorities include expanding recurring and subscription revenue, developing ISG Tango and other software-enabled offerings, growing Enterprise AI Advisory, expanding industry expertise and pursuing acquisitions.

The filing does not provide a clear numerical FY2024 revenue or earnings guidance figure. Management stated that it expects cash resources and operating cash flow to be adequate for at least the next twelve months, while noting that acquisitions, weaker economic conditions, changes in business plans or other unexpected events could materially affect liquidity.

  • Client demand may remain vulnerable to inflation, recession, higher interest rates, reduced discretionary spending and delays or cancellations of advisory projects.
  • Project-based revenue, consultant utilization and the timing of engagements can produce significant quarterly volatility. Fixed-fee and capped-fee contracts also expose ISG to cost overruns.
  • The 25 largest clients represented approximately 33% of 2023 revenue, creating customer concentration risk.
  • Debt is floating-rate and secured by substantially all of the company’s assets. Covenant noncompliance could lead to reduced lender commitments or acceleration of borrowings.
  • International operations expose ISG to foreign-exchange, geopolitical, regulatory, tax, labor and economic risks.
  • Cybersecurity, data privacy and third-party technology risks remain significant. ISG reported no cybersecurity incident that had materially affected, or was reasonably likely to materially affect, the company as of the filing date.
  • Contingent consideration liabilities totaled approximately $5.9 million at year-end, including estimated amounts related to Ventana Research and Change 4 Growth.
  • Revenue recognition for fixed-fee contracts depends on estimates of total labor hours. This was the filing’s critical audit matter and could affect the timing and amount of recognized revenue.

Investor verification points

  • Verify whether the $4.8 million doubtful-account reserve is sufficient and whether additional collections, write-offs or legal proceedings arise from the terminated client projects.
  • Track fourth-quarter and 2024 advisory demand, consultant utilization, bookings and operating margin recovery.
  • Assess progress toward $150 million of recurring revenue by the end of 2025 and the profitability of research, platform, managed services and AI offerings.
  • Monitor leverage, floating-rate interest expense, covenant headroom and available revolver capacity.
  • Evaluate whether dividends and planned share repurchases remain appropriate relative to operating cash flow and debt obligations.
  • Review the integration and financial contribution of Ventana Research and the remaining contingent consideration obligations.
  • Reconcile GAAP results with adjusted EBITDA and adjusted net income, particularly the effects of bad debt reserves, stock compensation, restructuring, acquisition costs and financing-cost write-offs.
