Changes versus prior comparable periods
- Q3 revenue was essentially flat, while nine-month revenue grew 4.1%. Q3 ophthalmology revenue increased 3.8%, driven mainly by international system sales; aesthetics revenue declined 10.7%.
- Gross margin fell 3.1 percentage points in Q3 and 1.9 points for the nine months. Management attributed the declines mainly to a higher mix of lower-margin system sales, including international ophthalmology systems sold through distributors.
- Q3 net income decreased to $0.349m from $0.910m. Nine-month net income fell to $1.824m from $2.209m despite higher revenue, reflecting lower gross margin, higher tax provision and other expenses.
- Nine-month operating cash flow decreased by $0.639m year over year, with inventory growth and reductions in accrued compensation and expenses among the cash uses.
Outlook, commentary, risks and unusual items
- Management expects increased R&D spending to replace headcount and support more new product introductions, and increased sales and marketing spending to drive sales. It believes cash, operating cash generation and the credit facility are sufficient for the next 12 months. No numerical revenue or earnings guidance is provided.
- Management said the aesthetics market remained challenging and noted that system revenue can vary with the timing of large, low-volume deals. It cautioned that margins fluctuate with product mix, geography, sales volume and manufacturing factors.
- The company recorded an $0.8m legal-settlement payment in the nine-month period, consistent with the prior year; one final $0.8m annual payment was expected in Q2 2012 under the Synergetics settlement.
- Other notable items included the September acquisition of certain Ocunetics assets for $75,000 cash plus a contingent earn-out initially valued at $105,000; the filing reported no post-acquisition revenue or earnings from Ocunetics through quarter-end. The RetinaLabs earn-out liability was remeasured, resulting in $55,000 of expense. A $170,000 loss related to liquidation of the UK subsidiary was recognized during the nine months.
- The board-authorized $2.0m share repurchase program had $1.8m remaining at quarter-end. Nine-month repurchases totaled 133,876 shares at an average $3.89 per share; cash used for repurchases and the AMS share purchase was $0.521m.
- Key risks include uneven quarterly demand and long sales cycles; product and geographic mix pressure on margins; competition and market acceptance, especially in aesthetics; reliance on distributors and limited-source suppliers; regulatory and product-liability exposure; international and currency risks; and dependence on successful product development. The company does not hedge currency exposure. No legal proceedings were reported. Disclosure controls were assessed as effective at the reasonable-assurance level.
Investor verification priorities
- Verify whether system sales and ophthalmology recurring revenue trends support sustained growth, and whether aesthetics demand improves.
- Track gross margin, especially product/geographic mix and manufacturing costs, alongside the planned increases in R&D and sales and marketing spending.
- Monitor cash conversion and inventory levels, and confirm continued liquidity and compliance with the secured credit facility as it approaches its June 2012 maturity.
- Check receipt of the final $0.8m Synergetics payment and future cash or share obligations tied to acquisition earn-outs.
- Assess whether new products and acquired Ocunetics technology generate sales, and monitor regulatory, supplier, reimbursement and international-market risks.
