Balance sheet, liquidity and capital allocation
- At December 31, cash, cash equivalents and marketable securities totaled $2.37bn, down from $3.15bn at June 30, 2014. Working capital was $3.1bn.
- Total debt was $3.25bn: $2.5bn of senior notes and $750m of term loans. This implies net debt of approximately $879m against cash and marketable securities. The $500m revolving facility was undrawn; the company reported compliance with debt covenants.
- Cash from operations for the six months was $46.0m, versus $292.5m a year earlier. Management attributed much of the decline to lower collections associated with lower shipments, as well as higher payroll and interest payments.
- As part of a leveraged recapitalization, the company issued $2.5bn of notes and borrowed $750m, paid a special dividend of $16.50 per share (approximately $2.76bn), and redeemed $750m principal of its 2018 notes. It also repurchased $278.9m of shares during the six months and paid $164.7m in regular dividends.
Material changes and unusual items
- Q2 net income includes a $131.7m pretax loss on extinguishment of debt, following redemption of the 2018 notes, and approximately $2.5m of recapitalization advisory and related costs. These items substantially depressed reported earnings; management said they were nonrecurring.
- Quarterly gross margin improved from 55.1% in Q1 FY2015 to 58.1%, reflecting product/service mix, volume and manufacturing efficiencies. It remained below the year-earlier 59.5%, which management attributed mainly to weaker volume and manufacturing efficiency.
- The quarterly income-tax benefit was $26.5m; the reported 423.4% effective rate is distorted by the pretax debt-extinguishment loss and research-credit reinstatement. The six-month effective rate was 0.3%.
- Cash and securities held by foreign subsidiaries totaled $1.3bn. Management intends to permanently reinvest $1.1bn; repatriation of funds not already tax-provided could incur estimated taxes of 30%–50%.
Outlook, commentary and principal risks
- Management reported higher equipment orders than the prior quarter, reflecting improved demand from foundry and memory customers, and expected next-quarter profitability to improve as the debt-redemption and recapitalization charges do not recur. No specific revenue or EPS guidance was provided.
- Management expected interest expense in Q3 and Q4 FY2015 to be similar to Q2. It forecast an approximately 19% effective tax rate for FY2015 and approximately 22% for the remaining fiscal year after considering the debt-redemption tax benefit.
- The business is exposed to semiconductor capital-spending cycles, concentrated customers and changing technology requirements. Three customers represented approximately 43% of Q2 revenue (16%, 14% and 13%); three customers each also exceeded 10% of receivables.
- Higher leverage increases interest and repayment obligations and makes liquidity and covenant compliance more sensitive to business conditions. Other disclosed risks include inventory exposure if demand weakens, foreign-exchange and international operating risks, and litigation or tax examinations. The company said it believed its liquidity, operating cash generation and undrawn revolver would meet requirements for at least 12 months.
Important facts for investors to verify
- Whether sequential order improvement converts into shipments and revenue, especially given customer concentration and cyclical demand.
- Underlying earnings and cash generation excluding the debt-extinguishment loss and recapitalization-related costs; also monitor receivables, inventory and operating cash flow.
- Debt-service capacity, floating-rate exposure, covenant headroom and the effect of the recapitalization on future dividends and repurchases.
- The assumptions behind the tax-rate outlook and any tax cost if foreign cash is repatriated.
- Potential exposure from legal matters, tax audits, purchase commitments and other contingencies; the filing does not quantify a clear maximum for several of these exposures.
