  • Q2 sales fell 25.8% year over year; first-half sales fell 20.3%. Pack sales declined 60.9% in Q2 and 47.8% in the first half, primarily reflecting fewer new and continuing associates buying packs.
  • Gross margin improved substantially, chiefly because Mannatech changed the bonus structure for its $499 Premium-All Star pack, bringing commissions and incentives closer to historical levels. This improvement occurred despite steep sales declines.
  • Operating expenses fell 9.5% in Q2 and 9.6% for the first half, but rose as a share of sales. Management attributed lower costs to expense controls and reduced payroll, marketing, freight and other spending.
  • Trailing 12-month active associates and members purchasing packs or products fell to approximately 450,000 from 532,000. Management cited the weak economy and increased competition in some international markets.
  • Cash and cash equivalents were $20.6 million at June 30, up $3.2 million from year-end. First-half operating cash flow was $3.3 million, versus cash used of $4.8 million in 2009; the 2010 result benefited materially from an $8.1 million federal tax refund received in April.
  • Working capital was $21.7 million, with current assets of $57.8 million and current liabilities of $36.1 million. Total restricted cash was approximately $7.0 million and is not freely available for general use.
  • The filing reports no debt instruments. Capital lease obligations totaled approximately $1.9 million, including current and long-term portions. First-half capital spending was $1.0 million. The quarterly dividend remained suspended.

Outlook, risks and notable items

  • Management said existing liquidity and operating cash flows should fund normal operations and possible international expansion for the next 12 to 24 months, and expected 2010 operating cash flow to fund current operations. It cautioned that economic conditions could impair cash generation and additional funding might be needed if resources prove insufficient.
  • Management attributed continued sales weakness to the global financial crisis and competition. Foreign exchange increased reported sales by an estimated $2.1 million in Q2 and $6.0 million in the first half compared with applying prior-year average exchange rates.
  • Mexico was expected to launch in early 2011; a new skin-care line was planned by the end of 2010. The Simply Delicious snack bar launched in Q1 2010. These are plans, not quantified financial guidance.
  • The company reported a tax provision despite pre-tax losses: $1.0 million for both Q2 and the first half of 2010. Management cited changes in estimated annual results, jurisdictional income mix, valuation allowances and uncertain-tax-position reserves. The first-half effective tax rate was negative 17.5%.
  • Legal matters include Mannatech’s patent-infringement suit, with agreed judgments against seven defendants and the case continuing against three; a supplier arbitration concerning purchase commitments; and Marinova’s arbitration claim alleging damages exceeding $5 million, which Mannatech disputes and counterclaims against. The company had accrued $1.7 million for legal matters at June 30. It also listed a $1.0 million Texas Attorney General settlement obligation remaining in 2010.
  • Purchase commitments totaled $20.4 million. That amount includes commitments under a supplier contract Mannatech terminated for asserted breach; the parties are in arbitration. Total listed contractual commitments and obligations were $36.7 million.
  • Management identified risks including associate recruitment and retention, consumer demand, competition, product and regulatory matters, currency movements, litigation, and estimates regarding inventory, taxes and deferred tax asset realization. The company reported effective disclosure controls and no material quarterly change in internal control over financial reporting.

Most important facts to verify

  • Whether the improved gross margin and lower commission burden can be sustained while sales and the associate/member base continue to contract.
  • How much of first-half operating cash flow reflects recurring operations versus the one-time $8.1 million tax refund, and whether unrestricted liquidity is sufficient.
  • The outcome and potential financial exposure from the Marinova arbitration, supplier arbitration, patent litigation and Texas settlement.
  • The status of the deferred tax assets, valuation allowances and uncertain tax positions, given continuing losses and the unusual tax provision.
  • The cash-flow statement labels its comparative periods as “six months ended June 31,” although June has 30 days; confirm the intended reporting date against the filed financial statements.
