Base-business requisitions increased 27.9% and tests performed increased 29.1%, while average revenue per test declined 4.2% to $464. Annual net income fell despite higher revenue as operating expenses grew and margins narrowed.
Fourth quarter: Revenue was $25.0 million, gross profit $11.5 million and net income $1.0 million, versus $18.3 million, $9.2 million and $0.9 million, respectively, in Q4 2013. The quarterly table reports diluted EPS of $0.02 in Q4 2014 and $0.02 in Q4 2013.
Liquidity, debt and capital
- Year-end cash and cash equivalents were $33.7 million; working capital was $44.1 million, compared with $13.2 million at year-end 2013.
- Operating cash flow was $9.5 million; investing used $9.6 million, including the Path Logic acquisition and equipment spending.
- The company raised $34.3 million net from an August 2014 stock offering of 8.05 million shares at $4.60 per share. Shares outstanding increased to 60.2 million at year-end from 49.1 million.
- The $10 million revolving credit facility was repaid and terminated in August 2014. Equipment capital-lease obligations totaled $8.5 million, of which $3.2 million was current. Total liabilities were $20.7 million.
- Management said cash and operating cash flow were adequate for 2015 operating commitments. Planned 2015 capital equipment purchases were approximately $7.5–$8.5 million, expected to be funded with cash and capital leases.
Material changes and management outlook
- Path Logic was acquired for approximately $5.9 million. It contributed $4.9 million revenue for the post-acquisition period; management identified potential annual cross-selling revenue of $2–$3 million. Path Logic’s reported gross margin for that period was 25.8%, below the base business’s 48.0%.
- Management attributed base-business volume growth to new clients and sales expansion. Cost of revenue per base-business test fell 4.7%, but average revenue per test also fell 4.2%; consolidated gross margin declined from 47.8% to 46.8%.
- Management expected further reimbursement-related declines in average revenue per test and pressure on 2015 net income. The 2015 CPT changes for FISH and immunohistochemistry could delay commercial-insurer claim processing and increase days sales outstanding; management expected payers to reduce reimbursement, but said the impact was not yet measurable.
- CMS’s 2015 fee changes were described as reducing multiplex FISH reimbursement by 16–20% and less-frequent single-probe FISH reimbursement by 45–50%. The company challenged CMS’s FISH valuation; any future correction was uncertain.
- 2015 priorities were growth, test innovation, diversification through clinical-trial work and the Covance alliance, and operational efficiency. The company introduced 48 new molecular and FISH tests in 2014 and planned an unrestricted commercial launch of its NeoLAB prostate test in the second half of 2015, subject to ongoing validation.
Principal risks, contingencies and unusual items
- Major risks include Medicare and commercial-payer reimbursement cuts, coverage denials, complex billing and collections, and proposed FDA oversight of laboratory-developed tests. The FDA’s October 2014 framework was draft guidance, with implementation and costs uncertain.
- Revenue concentration eased: the largest customer represented 10.1% of revenue in 2014 versus 15.8% in 2013. Florida accounted for 25.8% of revenue. Client-direct billing rose to 50% of revenue from 43%, while Medicare and other government revenue fell to 20% from 25%.
- At year-end, 32% of gross receivables were over 120 days old; the allowance for doubtful accounts was $4.18 million, or 17.0% of gross receivables. Management cited improved collections and an 18-day reduction in DSO.
- Other risks include competition and price pressure, integration and scaling challenges, test accuracy and service interruptions, dependence on key personnel and shipping, cybersecurity and patient-data exposure, and potential legal or regulatory sanctions. Management reported no material current legal proceedings.
- The company recorded a full valuation allowance against net deferred tax assets, citing uncertainty about 2015 profitability amid reimbursement reductions. No goodwill impairment was recorded. The auditors gave an unqualified opinion on the 2014 financial statements and found internal control effective; Path Logic’s operations were excluded from the internal-control assessment and audit scope.
Investor facts to verify
- Whether actual 2015 FISH, IHC and other reimbursement rates, payer adoption of new codes, and claim-processing delays matched management’s expectations.
- Whether growth in testing volumes translated into sustainable operating income and margins, particularly as average revenue per test declined.
- Path Logic’s post-acquisition profitability, cash collections, integration progress and realization of projected cross-selling opportunities.
- Receivables aging, allowance adequacy and DSO trends, given the share of balances over 120 days and exposure to non-contracted payers.
- Cash available after planned capital spending and lease obligations, and the effect of the 2014 equity issuance on per-share performance and dilution.
- Progress and validation results for NeoLAB, the Covance clinical-trial relationship, and any final FDA LDT framework or CMS FISH reimbursement changes.
