NEPHROS INC quarterly report, Q1 FY2020

Nephros, Inc. — Q1 2020 Form 10-Q

Reporting period: Three months ended March 31, 2020. Financial statements are unaudited; amounts below are in U.S. dollars unless noted.

Business context

Nephros develops and sells water-filtration products for medical and commercial markets, and pathogen-detection systems. Its subsidiary, Specialty Renal Products (SRP), is developing a second-generation hemodiafiltration (HDF) system. The Water Filtration segment generated nearly all quarterly revenue; Pathogen Detection recorded its first sales, while Renal Products remained in development.

Revenue growth was driven primarily by increased medical-device sales to existing customers. Gross margin improved chiefly because inventory reserve and physical-count adjustment expenses were lower. Operating expenses rose 9% to $2.517 million: R&D declined 26% to $563,000 as HDF development approached planned FDA submission, while SG&A increased 30% to $1.950 million, including higher staffing and sales, marketing, and logistics investment. A $42,000 reduction in the estimated contingent-consideration liability, attributed to lower-than-planned commercial filtration performance, also reduced operating expenses.

Cash and cash equivalents were $8.962 million at March 31, versus $4.166 million at year-end; working capital was $11.701 million. Operating cash use increased mainly because inventory rose by $1.088 million as a precaution against potential Italian supply interruptions. Financing provided $6.638 million, principally from the February stock offering: 937,500 shares sold for $7.5 million gross and $6.8 million net. The company reported an accumulated deficit of $128.4 million and expects continuing operating losses.

At quarter-end, the company had $495,000 outstanding on its secured revolving facility (maximum $2.5 million), a secured note with $768,000 principal outstanding, and $9,000 of equipment financing. Lease liabilities totaled $1.300 million. The facility and note are secured by company assets; defaults under either agreement can trigger a default under the other. On April 24, 2020, after quarter-end, Nephros received a $478,700 PPP loan at 1% interest, maturing in April 2022; qualifying amounts may be forgiven.

Material changes and outlook

  • COVID-19 had begun to delay hospital customers’ orders and impede sales meetings; hospitality and food-service closures also reduced commercial filtration demand. PluraPath’s launch was interrupted. New-customer revenue was about 8% of Q1 revenue, versus a 37% historical average over the prior four quarters.
  • Management said operations, manufacturing, sterilization, and shipping remained functional and that supply had not been materially disrupted as of the filing. It had nevertheless increased inventory purchases to mitigate supply risk; substantially all products were sourced from Medica in Italy.
  • Management believed available cash could fund its current operating plan, including potential COVID-19 effects, for at least 12 months from the financial statements’ issuance date. This assessment was subject to uncertainty: prolonged demand weakness, inadequate cost reductions, or difficulty raising capital could shorten liquidity runway. The company said it could reduce costs if demand remained depressed beyond Q3 2020.
  • Management expected a possible medium- to long-term demand benefit from greater attention to waterborne pathogens, but could not predict the duration or full financial effect of the pandemic. This was not a quantified revenue or earnings forecast.
  • Management expected to submit the second-generation HDF system for FDA clearance in Q3 2020. It planned to launch DialyPath in Q2 2020 and expected to launch SequaPath/building-biome mapping before year-end 2020; these were forward-looking targets, not reported outcomes.
  • For 2020, the company had minimum purchase commitments to Medica of approximately €3.5 million; remaining aggregate commitments at March 31 were approximately €2.9 million. Four customers represented 60% of Q1 revenue, and two customers represented 39% of accounts receivable at quarter-end.

Important facts for investors to verify

  • Whether pandemic-related order delays and reduced commercial demand persisted, and how they affected revenue, collections, and cash burn after Q1.
  • Cash runway assumptions against operating cash use, inventory levels, and the timing and terms of any cost reductions or additional financing.
  • Whether Medica supply remained reliable and Nephros met its substantial purchase commitments while maintaining adequate inventory.
  • Progress and actual timing of FDA submission for the HDF system and planned DialyPath and SequaPath launches.
  • Customer concentration, accounts-receivable collection, and the effect of the February equity offering on share count and dilution.
  • PPP loan use and any forgiveness determination; the filing describes the loan and eligibility terms but does not report a forgiveness outcome.
