NETGEAR, Inc. — Q1 2015 Form 10-Q

Reporting period: Three months ended March 29, 2015; comparison period ended March 30, 2014. Amounts below are in U.S. dollars; financial statement amounts are converted from thousands to millions where shown.

Financial performance and liquidity

MetricQ1 2015Q1 2014
Revenue$309.2 million$349.4 million
Gross profit / margin$88.3 million / 28.6%$97.9 million / 28.0%
Operating income / margin$17.5 million / 5.7%$23.5 million / 6.7%
Net income$8.0 million$14.4 million

Capital expenditures$5.6 million$3.1 million

Revenue fell 11.5% year over year and net income fell approximately 44%. Gross margin edged up, primarily from lower excess and obsolete inventory charges and a benefit from previously accrued Ericsson royalties. Operating margin declined as lower revenue and higher restructuring costs more than offset expense reductions.

At March 29, cash and cash equivalents were $146.4 million and short-term investments were $101.0 million, totaling $247.4 million. Current assets were $769.9 million and current liabilities $237.4 million. The balance sheet reports no borrowings or debt line item. Total assets were $989.9 million; stockholders’ equity was $729.8 million. Cash increased $5.2 million during the quarter, while operating activities used $0.4 million. Financing activities used $3.9 million, including $8.6 million for share repurchases, partly offset by employee equity proceeds.

Material changes and business drivers

  • Service provider: Revenue decreased 24.2% to $115.5 million; contribution margin fell to 7.6% from 8.9%. Management cited continued weakness in North American and European carrier spending and lower shipments of mobile products and broadband gateways.
  • Commercial: Revenue decreased 7.8% to $72.7 million; contribution margin declined to 22.3% from 24.8%, reflecting lower shipments and pricing competition.
  • Retail: Revenue increased 2.3% to $121.0 million; contribution margin rose to 13.5% from 12.4%. Growth in broadband gateways and home security automation products was partly offset by lower multimedia and powerline shipments.
  • Revenue declined across all reported regions: Americas 10.8%, EMEA 16.6% and APAC 3.3%. Management cited currency weakness, macroeconomic conditions and competition, particularly in Europe.
  • The effective tax rate increased to 55.6% from 38.5%, due primarily to losses in a jurisdiction where no tax benefit could be recorded and a shift in earnings toward higher-tax jurisdictions.

Outlook, commentary and risks

Management expects gross margin to remain relatively flat in the near term. It identified potential retail growth drivers including 802.11ac products, home security automation and retail cable gateways, and commercial opportunities in 10Gig and PoE switches, storage and wireless products. It expects service-provider revenue to remain pressured by carrier spending weakness. The filing provides no clear numerical revenue or EPS guidance.

NETGEAR recorded $4.4 million of restructuring and other charges, primarily employee termination costs tied to reducing service-provider and support costs. It expected an additional $1.0–$2.0 million of restructuring charges in Q2 2015, focusing resources on LTE and longer-term profitable accounts. The CEO was serving as interim general manager of both retail and service provider pending replacements.

Key risks include concentrated customer and channel relationships; unpredictable service-provider orders; pricing and competitive pressure; foreign-exchange movements; inventory forecasting and supplier commitments; reliance on third-party manufacturers and limited-source components; and tax and intellectual-property disputes. The company had approximately $135 million of non-cancelable supplier purchase commitments and $14.9 million of gross unrecognized tax benefits and related interest. Management believed cash, cash equivalents and short-term investments would cover anticipated requirements for at least 12 months.

Unusual legal item: Following a Federal Circuit decision vacating the Ericsson jury damages and royalty awards, the PTAB invalidated the asserted claims of three Ericsson patents in March 2015. NETGEAR reversed related accruals and recorded a $2.7 million litigation-reserve benefit. Ericsson could seek review of the PTAB decision; the filing describes the damages case as remanded for further proceedings. Other disclosed matters included ongoing Italian tax assessments and patent suits with uncertain or unestimable financial impacts; several other suits were dismissed without material financial impact.

Important facts for investors to verify

  • Whether service-provider demand and revenue stabilize, and whether the planned restructuring delivers expected cost reductions.
  • Whether retail growth initiatives offset commercial and service-provider weakness without further margin pressure.
  • The subsequent status and potential financial exposure of the Ericsson matter and other pending litigation, including Italian tax assessments.
  • Whether the $135 million of supplier commitments remain appropriate if demand falls, and whether inventory levels and turns remain manageable.
  • How currency movements, the elevated effective tax rate and customer concentration affect future earnings and cash generation.
