Commercial revenue increased 4.6% to $80.6 million and contribution income rose 20.5% to $19.4 million. Cash and equivalents fell $51.7 million from year-end, while short-term investments rose $58.5 million as funds shifted into Treasuries. Six-month operating cash flow was $14.6 million, versus $20.0 million; investing used $73.9 million, primarily for net purchases of short-term investments, and financing provided $7.6 million.

Material changes and management commentary

  • Q2 revenue grew 10.1%, mainly from broadband gateways and switches; network-storage sales remained affected by the 2011 Thailand floods and disk supply disruption.
  • Gross margin declined as service-provider sales grew faster, and because of increased air freight and obsolete-inventory charges. Operating expenses rose 1.4% in Q2, with higher R&D and legal costs partly offset by lower marketing and call-center spending.
  • For the first half, service-provider revenue rose 31.8% to $248.2 million; commercial revenue declined 0.9% to $155.3 million. Management cited a weak EMEA macroeconomic environment.
  • R&D increased 29.1% for the first half. Management expects continued investment, particularly in software development and product innovation.

Outlook, risks and unusual items

  • Management anticipated a decline in service-provider revenue in the next quarter after unusually strong first-half purchasing, partly linked to preparations for the 2012 London Olympics. It cautioned that service-provider demand is irregular and difficult to forecast.
  • Management expected disk supply to improve and pricing to ease over the following two quarters. No formal numerical earnings or revenue guidance is provided.
  • NETGEAR stated that available cash, cash equivalents and short-term investments should cover anticipated cash requirements for at least 12 months, while noting potential future funding needs for operations or acquisitions.
  • On June 4, NETGEAR acquired Firetide intellectual property for $7.2 million, including $4.2 million of technology intangibles and $3.0 million of goodwill. On July 2, after the reporting date, it acquired AVAAK for $24 million in cash; its results were expected in the next quarter.
  • Supplier purchase commitments were approximately $184 million and were largely non-cancelable close to shipment. The filing also reports $19.7 million of gross unrecognized tax benefits and related interest; approximately $3.0 million may be paid within 12 months.
  • Patent litigation remains ongoing, including matters involving Ruckus, Ericsson, Fujitsu, Innovatio, Harris and U.S. Ethernet Innovations. NETGEAR said the financial impact of several cases could not yet be reasonably estimated. OptimumPath litigation concluded favorably with no material financial impact.
  • Key disclosed risks include service-provider order volatility and low margins, customer and channel concentration, intense competition, component and third-party manufacturing dependence, foreign exchange exposure, product quality and warranty costs, and acquisition integration and cybersecurity risks.

Investor verification priorities

  • Track whether the forecast service-provider slowdown occurs and how it affects revenue mix, gross margin and cash collection.
  • Monitor disk availability, network-storage demand, air-freight costs and obsolete-inventory charges.
  • Review cash generation and working-capital trends alongside the $184 million supplier commitments and acquisition spending.
  • Follow AVAAK integration and the performance of the VueZone cloud-monitoring offering, including security and execution risks.
  • Assess developments in patent litigation and tax examinations, including potential settlements, liabilities or changes to the tax provision.
