ON SEMICONDUCTOR CORP annual report, FY2011

ON Semiconductor Corporation — 2011 Form 10-K

Reporting period: Fiscal year ended December 31, 2011. Although the request references 2011 Q4, this filing is an annual report; quarterly results are noted separately below. Amounts are in U.S. dollars.

Business context

ON Semiconductor supplies power and signal-management, logic, discrete and custom semiconductor products to automotive, computing, consumer, industrial, communications, medical and other markets. The company reorganized reporting into four segments in 2011. Its January 2011 SANYO Semiconductor acquisition contributed $1,060.3 million of 2011 revenue; it also acquired Cypress Semiconductor’s CMOS image sensor business.

Revenue rose 49%, primarily because SANYO was included for the full year; revenue from the company’s historical segments increased by $68.6 million. Gross margin fell 12 percentage points, reflecting SANYO’s lower margins and acquisition-related inventory step-up and manufacturing charges, as well as pricing pressure, factory utilization and commodity costs. Operating results also absorbed $102.7 million of restructuring, asset impairment and other charges. Operating cash flow was nearly flat year over year; investing activities used $423.7 million, including capital spending, while financing activities used $97.2 million.

At year-end, current assets were $2,127.7 million and current liabilities were $1,275.5 million; reported working capital was $852.2 million. Management said available cash, investments and expected operating cash flow were adequate for operating and capital needs for at least 12 months. The $325 million five-year revolving facility was undrawn at year-end. The filing reports $370.1 million of current debt maturities on the balance sheet.

Quarterly results and changes

Fourth-quarter 2011 revenue was $767.9 million, gross profit was $239.2 million, and net loss attributable to ON Semiconductor was $8.8 million, or diluted loss per share of $0.02. Revenue declined from $898.0 million in Q3 2011.

The company’s results and geographic mix changed substantially following the SANYO acquisition: Asia/Pacific represented 71% of 2011 revenue, versus 62% in 2010. The SANYO segment generated $1,060.3 million of revenue but reported a $159.4 million segment operating loss for 2011. The company also spent $362.5 million on research and development, 10.5% of revenue.

Outlook, commentary and material risks

  • Q1 2012 outlook: Revenue estimated at $720 million to $760 million; average selling prices expected to decline approximately 2% to 3% sequentially; gross margin estimated at 31.5% to 32.5%. Beginning backlog represented approximately 80% to 85% of anticipated quarterly revenue.
  • Flooding and production: Thailand flooding damaged SANYO facilities, equipment, inventory and records. The company planned to close Ayutthaya operations and partially close Bang Pa In, transferring production elsewhere; it expected multiple quarters to restore or transfer capacity. Reported 2011 impacts included a $28.3 million inventory write-off and facility impairment charges, partly offset by insurance recoveries.
  • Restructuring: The Aizu, Japan wafer facility was scheduled to close by June 2012, with $70.0 million of 2011 charges. Thailand closure-related charges were $11.9 million. Management planned further SANYO manufacturing consolidation and cost reductions in 2012.
  • Debt and pension exposure: Debt increased with the SANYO transaction. The SANYO Electric acquisition note had a $339.8 million year-end balance and variable-rate interest. The filing also reports material underfunded SANYO-related multiemployer pension obligations, including an estimated $151.0 million balance for specified plans.
  • Legal and contingent matters: A customer requested approximately $20 million for alleged pre-acquisition SANYO product failures; the company was investigating and disputed liability. Former SANYO Thailand employees filed claims seeking approximately $17.6 million in total. Management stated it expected to defend the matters and did not expect them to materially affect results, but outcomes were uncertain.
  • Other risks: Semiconductor cyclicality, price competition, customer order cancellations, acquisition integration and margin realization, manufacturing transfers and yields, supply constraints, foreign exchange, environmental matters, and substantial leverage. SANYO, representing 30.6% of consolidated revenue, was excluded from management’s 2011 internal-control assessment; the auditors also excluded it from their internal-control audit. The company reported effective controls for the assessed business.

Most important facts for investors to verify

  • How much of revenue growth and future performance is attributable to SANYO, and whether its segment can improve from its 2011 operating loss and low gross margin.
  • Actual production recovery, customer retention, insurance proceeds and remaining costs from Thailand flooding and the Aizu closure.
  • Debt maturities, refinancing needs and covenant headroom, especially near-term maturities and the variable-rate SANYO loan.
  • The amount, timing and final settlement of SANYO-related pension obligations, the customer product claim and Thailand employee lawsuits.
  • Whether Q1 2012 guidance was achieved and whether gross margin recovered as forecast; the filing provides no later-period results.
  • Progress integrating SANYO’s financial controls and records; the filing does not include SANYO in the 2011 internal-control assessment.
