Connected Fitness Product gross margin was 39.4%, down from 41.9%, primarily because of the Bike price reduction from $2,245 to $1,895, partly offset by product cost efficiencies. Subscription gross margin improved to 58.5% from 56.1%, reflecting leverage on largely fixed content costs. Subscription Contribution was $100.4 million, with a 64.1% contribution margin.

Operating expenses were $259.8 million, up from $156.0 million. Sales and marketing expense increased to $114.6 million, general and administrative expense to $108.6 million, and research and development expense to $36.6 million. Stock-based compensation was $29.6 million, compared with $18.7 million in the prior-year quarter.

Cash flow, balance sheet, debt and liquidity

  • Net cash provided by operating activities was $312.1 million, compared with $76.2 million used in the prior-year quarter. The improvement reflected net income and increases in accounts payable, accrued expenses, customer deposits and deferred revenue, partly offset by a $118.0 million increase in inventory.
  • Net cash provided by investing activities was $62.4 million, including $49.2 million of property and equipment purchases and $12.9 million of capitalized software costs.
  • Net cash provided by financing activities was $18.8 million, primarily from stock-option exercises and employee stock purchase plan withholdings.
  • Cash, cash equivalents and restricted cash increased by $395.0 million to $1.432 billion. Cash and cash equivalents were $1.4305 billion, and marketable securities were $592.3 million.
  • Total assets were $3.478 billion and total liabilities were $1.677 billion at September 30, 2020. Inventory increased to $364.0 million from $244.5 million at June 30, 2020, while customer deposits and deferred revenue increased to $521.2 million from $363.6 million.
  • Peloton had a $250.0 million secured revolving credit facility, no outstanding borrowings, and approximately $4.8 million of standby letters of credit. The facility matures in June 2024, and the company was in compliance with its covenants, including minimum liquidity and revenue requirements.

Material changes versus the prior comparable period

  • Revenue growth accelerated substantially, driven by elevated demand for Connected Fitness Products during COVID-19 stay-at-home conditions and the resulting expansion of the subscription base.
  • Connected Fitness Subscriptions increased 137% to 1,334,400, while Average Net Monthly Connected Fitness Churn improved to 0.65% from 0.90%.
  • Total workouts increased to 77.8 million from 19.2 million, and average monthly workouts per Connected Fitness Subscription increased to 20.7 from 11.7.
  • Peloton moved from an operating loss and net loss to operating income and net income. However, product gross margin declined because of pricing, and operating expenses increased materially to support growth and scale.
  • Financing cash flow was substantially lower than in the prior year because the prior-year period included $1.196 billion of net IPO proceeds.

Guidance, outlook, management commentary, risks and unusual items

  • The filing does not provide clear numerical revenue or earnings guidance. Management expects Adjusted EBITDA margin to increase over the long term as the business scales and operating expenses gain leverage.
  • Management highlighted significant COVID-19-driven demand but also acknowledged prolonged delivery timelines, elevated customer-support call volumes, long wait times, and difficulties scaling manufacturing, fulfillment and support operations.
  • Peloton launched Bike+ in September 2020 and expected the new Tread to launch in the United Kingdom on December 26, 2020, with U.S. and Canada availability targeted for early 2021 and Germany later in calendar 2021.
  • Management intends to continue investing in hardware, software, content, manufacturing capacity, technology, international expansion and personnel. These investments may increase costs and may pressure margins.
  • Music licensing remains a material contingency. The company recorded $2.4 million of content costs for past use and recurring royalty estimates in the quarter, with a reserve of $24.5 million at September 30, 2020.
  • In October 2020, Peloton agreed to purchase developed technology, intellectual property and related assets for approximately $74.0 million; the accounting treatment had not yet been determined. It also amended its Plano lease, adding approximately $19.7 million of committed spend through January 2029.
  • Principal risks include the uncertain duration and economic effects of COVID-19, supply-chain and component constraints, dependence on limited suppliers and logistics providers, customer-service and delivery execution, competition, product returns and warranty claims, music and intellectual-property disputes, cybersecurity and privacy, international expansion, seasonality, consumer credit availability, and the ability to sustain subscription retention and product pricing.

Most important facts for investors to verify

  • Whether COVID-19-related demand converts into sustainable product and subscription growth after restrictions ease and consumer behavior normalizes.
  • Whether delivery, installation, customer-support and manufacturing capacity improve without materially increasing costs or damaging the brand.
  • Connected Fitness Product gross margin trends following the Bike price reduction and the launch of Bike+ and the new Tread.
  • Subscription churn, engagement, subscription contribution margin and the durability of the 1.334 million Connected Fitness Subscription base.
  • Inventory levels, customer deposits, delivery backlogs, returns, warranty costs and potential future write-downs.
  • Future cash requirements, capital expenditures and the impact of the approximately $74.0 million asset or technology acquisitions and the expanded Plano lease.
  • Potential additional music licensing costs, intellectual-property claims, litigation outcomes and related settlements.
  • The effect of stock-based compensation, which was $29.6 million in the quarter, and dilution from outstanding equity awards.
