Subscription gross margin increased to 56.1% from 48.7%, while Subscription Contribution Margin increased to 63.0% from 58.3%. Connected Fitness Product gross margin declined to 43.0% from 45.8%, primarily because of the lower-margin Tread product and expanded delivery operations. Overall gross margin was approximately 46.1%, and net loss margin was approximately (21.8%).
Operating expenses were $156.0 million, up from $107.1 million. Sales and marketing increased 70.6% to $77.6 million, general and administrative expense increased 21.8% to $60.9 million, and research and development expense increased 50.6% to $17.4 million. Stock-based compensation was $18.7 million, compared with $36.7 million in the prior-year period.
Net cash used in operating activities was $(76.2) million, compared with $(30.2) million. The larger use of cash primarily reflected the $69.1 million increase in inventory ahead of the holiday season and continued operating losses. Investing activities provided $92.8 million, including $115.3 million of marketable-security maturities, partially offset by $22.5 million of capital expenditures. Financing activities provided $1.198 billion, primarily from the IPO and concurrent private placement.
At September 30, 2019, Peloton had $1.376 billion of cash and cash equivalents, $100.4 million of marketable securities, and $1.749 billion of current assets against $327.6 million of current liabilities. The company had no borrowings outstanding under its $250.0 million secured revolving credit facility, but had approximately $43.0 million of standby letters of credit. Management stated that available liquidity was sufficient for at least the next 12 months.
Material changes and strategic developments
- Peloton completed its IPO and concurrent private placement in September 2019, issuing approximately 43.4 million Class A shares at $29.00 per share and receiving approximately $1.2 billion in net proceeds before approximately $6.3 million of offering costs.
- All outstanding redeemable convertible preferred stock converted into 210.6 million shares of Class B common stock. The resulting dual-class structure gives Class B shares 20 votes per share versus one vote per Class A share.
- Connected Fitness Subscribers increased 103% to 562,774. Average Net Monthly Connected Fitness Churn rose to 0.90% from 0.50%, while average monthly workouts per subscriber increased to 11.7 from 8.9.
- Peloton adopted the new lease standard on July 1, 2019, recognizing a $485.5 million right-of-use asset and approximately $513.5 million of discounted operating lease liabilities at September 30, 2019. The adoption did not materially affect operating results.
- On October 16, 2019, after quarter-end, Peloton acquired Taiwan-based manufacturing partner Tonic Fitness Technology for approximately $47.4 million net of cash acquired.
Outlook, commentary, risks, and unusual items
- Management expects continued investment in sales and marketing, research and development, retail infrastructure, content, product development, international expansion, and public-company compliance. The filing does not provide clear quantitative revenue, profitability, or Adjusted EBITDA guidance.
- Peloton planned to launch in Germany in the second quarter of fiscal 2020, including non-English-language content, new showrooms, and a national marketing campaign.
- The company expects operating losses to continue for the foreseeable future and has not established a clear path to profitability in the filing.
- Seasonality is significant: approximately 63% to 64% of historical full-year revenue was generated in the second and third fiscal quarters, increasing working-capital requirements during the holiday and New Year period.
- Peloton faces substantial music-licensing and copyright risk. A lawsuit seeks more than $300 million in damages and other relief; the company accrued a best estimate within a possible range of $4.0 million to $11.0 million. The balance sheet also included a $20.8 million reserve for content costs and related music royalties.
- The company identified material weaknesses in internal control over financial reporting involving information-technology controls, segregation of duties, account reconciliations, and journal-entry review. Disclosure controls were concluded to be ineffective as of September 30, 2019. Remediation was ongoing.
- Key business risks include continued operating losses, subscriber retention, competition, dependence on Bike sales and a limited supplier base, supply-chain and tariff exposure, product quality and warranty claims, music licensing, cybersecurity and privacy, international expansion, foreign-exchange volatility, seasonality, and the ability to manage rapid growth.
Important facts for investors to verify
- Reconcile reported GAAP losses and operating cash burn with non-GAAP Adjusted EBITDA, including the effects of stock-based compensation, litigation expenses, transaction costs, and content costs for past use.
- Monitor subscriber additions, churn, engagement, subscription contribution margin, and the proportion of subscribers on month-to-month plans.
- Assess whether the lower Connected Fitness Product margin, particularly for Tread, persists as product mix and delivery operations evolve.
- Track inventory growth, holiday sell-through, product returns, reserves, and the risk of discounting or inventory write-downs.
- Review the outcome and potential exposure from the music copyright litigation and future licensing negotiations.
- Evaluate remediation of the identified material weaknesses and whether future filings report effective internal controls.
- Consider the liquidity impact of continuing operating losses, capital expenditures, approximately $802.9 million of undiscounted operating lease payments, and the October 2019 Tonic acquisition.
- Consider the governance and dilution implications of the dual-class share structure, outstanding options, and Class B shares carrying 20 votes per share.
