Semtech Corporation (SMTC) — Form 10-Q Summary
Reporting period: Second quarter of fiscal 2024, ended July 30, 2023; the quarter and six-month period are compared with periods ended July 31, 2022. Semtech supplies semiconductors, IoT systems and cloud connectivity services. The quarter includes Sierra Wireless, acquired in January 2023.
Financial performance
| Metric | Q2 FY2024 | Q2 FY2023 |
|---|---|---|
| Net sales | $238.4 million | $209.3 million |
| Gross profit / margin | $100.7 million / 42.3% | $134.8 million / 64.4% |
| Operating income (loss) | $(300.1) million | $64.0 million |
| Net income (loss) | $(382.0) million | $51.6 million |
| Diluted earnings (loss) per share | $(5.97) | $0.81 |
| Interest expense | $24.2 million | $1.3 million |
For the six months, sales were $474.9 million, up 15% year over year; gross profit was $203.7 million versus $264.0 million, and net loss was $411.4 million versus net income of $89.6 million. The six-month diluted loss per share was $6.43.
Revenue growth primarily reflects the Sierra Wireless acquisition, which contributed $122.3 million of Q2 sales. Softer demand weighed on legacy businesses and all reportable segments: Signal Integrity sales fell 47%, Advanced Protection and Sensing fell 26%, while IoT System sales rose 111% and IoT Connected Services contributed $23.9 million. Industrial sales increased substantially with Sierra Wireless, while infrastructure and high-end consumer sales declined.
Q2 gross margin fell to 42.3%, reflecting acquired-technology amortization and inventory step-up costs, lower sales in legacy segments, and product mix. IoT System gross margin was 42.9%, versus 71.1% a year earlier, principally due to lower LoRa-enabled product sales. Operating results also include a $279.6 million non-cash goodwill impairment charge. The prior-year comparison included an $18.0 million gain on sale of a business.
Cash, debt and liquidity
- Cash and cash equivalents were $147.9 million at July 30, 2023, down from $235.5 million at January 29, 2023. Six-month operating cash flow was negative $102.0 million, compared with positive $127.3 million a year earlier. Investing cash outflow was $19.6 million; capital expenditures were $20.9 million.
- Total debt principal was $1.413 billion: $883.8 million of term loans, $210.0 million drawn on the revolver and $319.5 million of 1.625% convertible notes due 2027. The balance-sheet carrying amount of debt, net of issuance costs and current portion, was $1.331 billion long-term plus $52.9 million current. Weighted-average effective interest rate was 6.37%.
- The $500 million revolving facility had $290 million undrawn, subject to borrowing conditions. The company reported covenant compliance at quarter-end, but disclosed that without further actions it might not maintain compliance over the next 12 months, which could raise substantial doubt about its ability to continue as a going concern. Management expects planned cost reductions, cash, projected operating cash flows and available borrowing capacity to support covenant compliance and liquidity over that period.
- Credit amendments provided covenant relief but also imposed a $150 million minimum-liquidity covenant through January 2025, additional restrictions and amortization requirements, and reduced revolving commitments by $100 million. The company also must appoint a financial advisor.
Changes, outlook and risks
- Management described softer demand and expects supply constraints to ease for some products as demand weakens. It is aligning inventory with demand and reducing expenses; no numerical revenue or earnings guidance is provided in the filing.
- A $52.8 million valuation allowance was recorded against U.S. deferred tax assets, reflecting cumulative losses, the goodwill impairment and uncertainty around future covenant compliance. This contributed to tax expense of $56.6 million despite a pre-tax loss.
- Restructuring charges were $9.8 million in Q2 and $11.8 million for the six months. A workforce reduction affecting approximately 5% of employees was expected to be largely complete by fiscal Q3; the company expected approximately $6 million in aggregate charges for that plan.
- Major risks include demand and order volatility, customer purchase-order cancellations, supplier and subcontractor concentration, exposure to China and Taiwan and trade restrictions, variable-rate debt, and the risk of breaching restrictive financial covenants. A 1 percentage-point increase in Term SOFR was estimated to increase annual interest expense by $4.9 million on unhedged floating-rate debt.
- Legal matters include a Denso claim alleging more than $84 million in damages, for which the parties had reached a settlement in principle, and a Harman claim alleging approximately $16 million in damages, whose outcome and potential loss the company could not estimate. Environmental remediation at a former California site had a $1.6 million accrual, with remaining probable losses estimated at $1.6–$3.1 million.
- The CEO transition to Paul Pickle took effect June 30, 2023. The filing reports effective disclosure controls and no material change in internal control over financial reporting during the quarter.
