Liquidity, debt, and cash flow
- At June 30, cash and cash equivalents were $55.8m, down from $66.7m at year-end 2022. Working capital was $106.6m, compared with $121.6m.
- Borrowings under the revolving credit line were $75.0m, down from $88.0m at year-end; $50.0m of the $125.0m facility remained available. The facility matures April 30, 2024. The company reported compliance with its covenants.
- First-half operating cash flow was $13.3m, supported in part by a $33.2m inventory reduction and $10.6m cash inflow from accounts receivable and contract assets. Investing cash outflow was $9.1m; financing cash outflow was $13.9m, including $13.0m of net credit-line repayments.
- Cash is distributed across jurisdictions; some foreign cash may be subject to taxes or local restrictions if repatriated. Management believes cash, expected operating cash flow, and borrowing availability will cover anticipated needs for at least the next 12 months.
Material changes and management commentary
- Management attributed lower sales in the video service provider, consumer electronics, and climate control channels primarily to weaker customer demand. Lower production volumes caused manufacturing inefficiencies and unabsorbed overhead; lower television sales also reduced royalty income.
- Q2 gross margin fell 5.4 percentage points year over year. Vietnam factory startup costs, which began before manufacturing commenced in late June, also weighed on margin; a stronger U.S. dollar versus the Chinese yuan provided a partial offset.
- SG&A was broadly unchanged in Q2 at $25.3m; first-half SG&A declined to $52.0m from $54.3m. R&D was $8.5m in Q2 and $16.8m for the first half.
- The $49.1m goodwill impairment followed declining performance, weakness in the video service provider channel, economic uncertainty, and a significant decline in market capitalization. Long-lived asset testing found forecast undiscounted cash flows exceeded carrying value by approximately 11%–57%; management cautioned that adverse changes could lead to future impairment.
Outlook, risks, and contingencies
- The filing provides no specific revenue, earnings, or margin guidance. Management expects macroeconomic pressures, including weaker consumer spending, recessionary effects, inflation, and higher labor, materials, logistics, and borrowing costs, to remain adverse. Supply constraints for integrated circuits and other long-lead components may still delay customer orders.
- The new Vietnam factory began operations in June. If it operates successfully and efficiently, the company expects to consider beginning a shutdown of its southwestern China factory by Q4 2023, which could result in material impairment and severance charges. It is also evaluating a possible Monterrey, Mexico factory downsizing in the first half of 2024.
- For the remainder of 2023, management estimates capital expenditures of $6m–$9m. Credit-line interest rates were 7.80% at June 30; a 100-basis-point rate increase would have an estimated $0.6m annual net-income impact at the period-end debt balance. A 10% move in specified foreign currencies was estimated to change Q3 2023 net income by approximately $6.0m.
- Litigation includes patent disputes with Roku and an appeal concerning Chinese import tariffs. The ITC exclusion and cease-and-desist orders against Roku remain in effect; an appeal was pending, with oral argument scheduled for September 2023. The company states it cannot estimate potential litigation losses and believes pending matters will not materially adversely affect its financial condition, results, or cash flows.
- Customer concentration remains notable: Daikin represented 12.6% of Q2 sales; in the first half, Daikin represented 15.4% and Comcast 11.3%. The company also cited Qorvo as exceeding 10% of Q2 inventory purchases.
Most important facts for investors to verify
- Whether customer demand and gross margins stabilize, particularly given lower volumes, overhead absorption, and reduced royalty income.
- Whether the Vietnam transition proceeds as planned and whether any China or Mexico footprint changes trigger material charges.
- Goodwill and long-lived asset valuation assumptions, and the risk of further impairment if forecasts deteriorate.
- Liquidity and refinancing plans ahead of the April 2024 credit-line maturity, including covenant terms and foreign-cash accessibility.
- Developments in Roku patent proceedings, the tariff appeal, foreign-exchange exposure, and customer and supplier concentration.
