Vertex Pharmaceuticals Incorporated — Q2 2014 Form 10-Q
Reporting period: Three and six months ended June 30, 2014. Unaudited, consolidated U.S. GAAP results. Vertex operates in one segment: pharmaceuticals.
Business context and reporting period
Vertex’s strategy centered on cystic fibrosis (CF), including expanding KALYDECO (ivacaftor) use and advancing lumacaftor with ivacaftor. INCIVEK (telaprevir) sales continued to contract amid competition from newer hepatitis C treatments. In June, Vertex reported positive Phase 3 results for lumacaftor plus ivacaftor in patients with two F508del mutations and planned U.S. and European regulatory submissions for Q4 2014.
Financial performance
| Metric | Q2 2014 | Q2 2013 | First half 2014 | First half 2013 |
|---|---|---|---|---|
| Total revenue | $138.4 million | $310.8 million | $256.9 million | $639.1 million |
| Net loss attributable to Vertex | $159.4 million | $57.2 million | $391.8 million | $365.2 million |
| Loss per diluted share | $0.68 | $0.26 | $1.68 | $1.67 |
| Operating loss | $180.8 million | $56.9 million | $397.2 million | $495.2 million |
| Research and development expense | $224.8 million | $222.5 million | $463.7 million | $440.6 million |
| Sales, general and administrative expense | $77.4 million | $106.5 million | $151.7 million | $199.4 million |
- Revenue fell 55% in Q2 and 60% in the first half. Product revenue declined 52% and 57%, respectively. KALYDECO revenue rose 14% in Q2 to $113.1 million and 32% in the first half to $212.6 million; INCIVEK revenue fell 94% in Q2 to $9.3 million and 96% in the first half to $13.2 million.
- Royalty revenue fell 74% in both periods, primarily because Janssen NV’s obligation to pay Vertex royalties on INCIVO sales ended after 2013 under a 2013 agreement amendment.
- Operating expenses declined 13% in Q2 and 42% in the first half. The first-half comparison includes a $412.9 million VX-222 impairment charge in 2013, absent in 2014. SG&A fell with lower headcount; R&D increased 5% in the first half.
- Operating margin, calculated as operating loss divided by revenue, was approximately negative 131% in Q2 and negative 155% in the first half of 2014.
- Other income included a one-time $36.7 million landlord payment recorded in Q2. Excluding the 2013 impairment’s related $127.6 million tax benefit, the prior-year comparisons are materially affected by unusual items.
Cash flow, liquidity and obligations
- Cash and cash equivalents were $420.6 million at June 30, 2014; marketable securities were $798.6 million. Combined, they totaled $1.219 billion, down $245.9 million from December 31, 2013.
- For the first half, operating cash flow was negative $303.7 million; investing cash flow was positive $69.5 million and financing cash flow was positive $83.8 million. Cash declined by $148.7 million to $420.6 million.
- Current assets were $1.347 billion and current liabilities $363.0 million. Total liabilities were $945.6 million. At June 30, capital lease obligations totaled $64.8 million and the construction financing lease obligation was $473.3 million.
- After quarter-end, Vertex borrowed $300 million under a senior secured term loan, due July 2017, with an initial 7.2% interest rate and scheduled principal repayments beginning in October 2015. The agreement permits a conditional additional facility of up to $200 million, imposes covenants including a minimum KALYDECO revenue requirement, and secures the loan with substantially all company and guarantor assets, subject to exceptions.
- Management expected existing cash, investments and KALYDECO cash flows to fund operations for at least 12 months, while noting that continued losses were expected. The filing cites substantial facility obligations, including Fan Pier leases extending through 2028.
Outlook, commentary and key risks
- Vertex planned to file an NDA and MAA for lumacaftor plus ivacaftor in Q4 2014, but did not expect revenue from the combination before at least mid-2015. Approval, timing, product labeling, coverage and reimbursement remained uncertain.
- Management expected development expense to decrease in the second half of 2014 following completion of the Phase 3 combination trials, and expected approximately $50 million of additional restructuring charges during the rest of 2014, primarily related to its headquarters relocation.
- Vertex expected about $30 million of additional Fan Pier lease-related interest expense in the second half of 2014, plus approximately $10 million of interest expense on the July term loan.
- TRAFFIC and TRANSPORT met their primary endpoints; treatment differences in mean absolute lung-function change ranged from 2.6 to 4.0 percentage points. Pulmonary exacerbations declined 28%–43% versus placebo. However, seven combination-treated patients had serious adverse events related to abnormal liver tests; four reportable treatment discontinuations occurred among combination recipients versus 1.6% on placebo.
- A separate Phase 2 trial in patients heterozygous for F508del did not meet its primary efficacy endpoint. Vertex said it would not further develop VX-135 independently and planned to seek an outlicense.
- A shareholder class action filed in May 2014 alleged disclosure violations and sought unspecified damages; Vertex intended to defend it and had recorded no reserve. A related earlier action was dismissed with prejudice. The filing reported no material changes to previously disclosed risk factors other than the dependence on lumacaftor/ivacaftor approval and the new secured debt and covenant risks.

- KALYDECO sales, new patient access and reimbursement progress, as well as the continued decline in INCIVEK and royalty revenue.
- Cash burn, future funding needs and compliance with the term loan’s KALYDECO revenue covenant and repayment schedule.
- Whether trial safety findings, particularly liver-test events and discontinuations, affect regulatory review or commercial prospects.
- Actual restructuring charges, Fan Pier lease costs, and the outcome or financial exposure of the pending shareholder litigation.
