Business context and reporting period
Vertex Pharmaceuticals Incorporated’s unaudited Form 10-Q covers the three months ended March 31, 2012, compared with the first quarter of 2011. Vertex discovers, develops, manufactures and commercializes medicines. INCIVEK (telaprevir) was marketed in the U.S. beginning in May 2011; KALYDECO (ivacaftor) was approved in the U.S. on January 31, 2012 and launched that quarter. The statements consolidate Alios BioPharma, a variable interest entity; some Alios cash and other assets are restricted and are not available to satisfy Vertex’s general obligations.

Research and development expense was $196.4 million, up 24%; sales, general and administrative expense was $111.1 million, up 55%. Cost of product revenue was $25.9 million and royalty expense was $13.3 million. Vertex noted that most manufacturing costs for products sold in the quarter had been expensed as R&D in earlier periods and expects product costs to rise as a percentage of sales.
At March 31, cash and cash equivalents were $267.9 million and marketable securities were $712.9 million, totaling $980.9 million excluding Alios restricted cash. Total current assets were $1.436 billion and current liabilities $356.8 million. Operating cash flow was modest despite reported profit, reflecting, among other items, increased receivables, inventory and prepaid balances.
Debt included $400 million of 3.35% convertible senior subordinated notes due October 2015. The balance sheet also included a $94.2 million construction financing obligation related to the Fan Pier project. Vertex had not borrowed under its $100 million revolving credit facility, which was scheduled to terminate July 6, 2012 and included a $400 million minimum domestic liquidity covenant.
Material changes versus the prior comparable period
- Revenue growth primarily reflected first-time product sales and $32.9 million of Janssen royalties on INCIVO; product sales were not recorded in Q1 2011.
- INCIVEK net revenue was down 22% from Q4 2011, due to lower sales volume, an approximately $22 million reduction in wholesaler inventory and higher discounts as a percentage of sales. Vertex raised its U.S. wholesale acquisition price by 7% effective April 1, 2012.
- Collaborative revenue fell largely because Q1 2011 included a $50 million Janssen milestone; Vertex said no further Janssen milestone payments were expected. Q1 2012 included $3.9 million from Cystic Fibrosis Foundation Therapeutics funding.
- Higher R&D and commercial spending reflected clinical-trial activity and increased workforce and marketing costs for INCIVEK and KALYDECO. Interest expense fell to $4.1 million from $12.0 million, primarily because secured notes were redeemed in 2011.
Outlook, management commentary and risks
- Management said it expected KALYDECO revenue to increase in Q2 2012 and expected current cash, cash equivalents, marketable securities and product cash flows to fund operations for at least the next 12 months. Continued profitability and investment depend on generating significant future revenue. The filing provides no quantified full-year earnings or revenue guidance.
- Vertex expected a decision on EU ivacaftor approval in Q3 2012 and planned additional KALYDECO and combination trials. It expected complete VX-809 plus KALYDECO Phase 2 data in mid-2012; interim results showed statistically significant lung-function improvement in the analyzed homozygous F508del group, but sweat-chloride reductions for the combination were not statistically significant. Final results could differ, and pivotal development remained conditional.
- Management described competition from Merck’s VICTRELIS and advancing all-oral HCV regimens; it believed new regimens could enter the market as early as 2014 or 2015, potentially challenging current treatments. INCIVEK sales also face seasonal, safety, trial-enrollment and market-acceptance uncertainties.
- Vertex relies on third parties for manufacturing and distribution and cautioned that long production lead times limit flexibility to respond to demand changes. Drug development, clinical results, regulatory approvals, reimbursement and commercialization are inherently uncertain.
- Alios-related contingent milestone and royalty fair values can affect attributable earnings; the company warned that increases as candidates advance could significantly reduce Vertex-attributable net income. The quarterly decline in fair value increased Vertex-attributable income by about $1.0 million.
- No material contingent liabilities were accrued at quarter-end, and no material changes to previously disclosed contractual commitments were reported. Fan Pier leases cover approximately 1.1 million square feet for 15 years after expected late-2013 completion; the recorded construction financing obligation increased during the quarter. The Kendall Square restructuring liability was $25.5 million.
