CALIX, INC quarterly report, Q2 FY2014

Calix, Inc. — Q2 2014 Form 10-Q

Reporting period: Three and six months ended June 28, 2014. Amounts are in U.S. dollars; financial figures below are in millions unless stated otherwise.

Business context and period

Calix supplies broadband access systems and software for communications service providers (CSPs). Its Unified Access portfolio supports fiber- and copper-based networks. The company reported more than 18 million deployed ports and CSP customers serving over 100 million subscriber lines. Results are subject to seasonal CSP spending, order timing, and timing of revenue recognition, including on government-supported contracts.

Q2 revenue increased 4% year over year, which management attributed to stronger bookings and shipments across territories; this offset timing differences in revenue recognition. First-half revenue declined 1%. Q2 gross margin was reported as 45% in both periods; first-half margin declined to 44% from 45%, with inventory reserves and lower revenue cited as factors. First-half operating and net losses widened despite lower R&D and G&A expenses, as sales and marketing spending rose.

Liquidity, debt, and balance sheet

At June 28, 2014, cash and cash equivalents were $32.5 million and marketable securities were $46.4 million, for combined cash, cash equivalents, and marketable securities of $79.0 million. Combined funds were $3.8 million below year-end 2013; cash alone fell by $50.2 million, largely reflecting $46.6 million of marketable-security purchases. The company used $0.5 million in operating cash in the first half, compared with $23.2 million provided in the prior-year period.

Total assets were $362.9 million, total liabilities $93.5 million, and stockholders’ equity $269.4 million. Calix had no borrowings under its $50 million revolving credit facility and reported the full amount available; it was in compliance with financial covenants. The facility is secured by substantially all assets, including intellectual property, and matures in July 2016. Restricted cash of $0.3 million collateralized legacy letters of credit. No off-balance-sheet arrangements were reported.

Outlook, risks, and unusual items

No quantified revenue or earnings guidance is provided in the filing. Management said it expects international and overall revenue to grow as it expands markets and adds customers, and plans continued investment in R&D and sales and marketing. Management believes existing funds and available credit will meet anticipated cash needs for at least 12 months, while noting that future needs depend on growth, spending, product development, and other factors.

  • Revenue remains exposed to CSP capital-spending cycles, seasonality, customer concentration, long sales cycles, and delayed recognition on government-funded and other contracts. U.S. revenue was approximately 87% of total revenue; one customer represented at least 10% of Q2 revenue.
  • Competition, pricing pressure, product mix, inventory reserves, supply-chain dependence, and execution of new-product and international expansion plans could affect revenue and margins. First-half cash generation also reflected working-capital movements.
  • A shareholder action relating to the 2011 Occam acquisition remains pending. The court allowed certain claims against Occam’s former CEO and CFO and disclosure-related claims to proceed; plaintiffs seek unspecified damages and requested sanctions. Calix intends to contest the case, but says potential indemnification exposure cannot currently be quantified and an adverse outcome could be material. Trial was scheduled for February 16, 2015.
  • New leases signed in 2014 carry minimum future payments of $1.0 million for a Santa Barbara facility and $1.5 million for a Richardson, Texas facility.
  • The company maintains a full valuation allowance against most deferred tax assets and reported $14.4 million of unrecognized tax benefits. It is assessing the impact of the new revenue-recognition standard, effective for Calix in fiscal 2017.

Key facts for investors to verify

  • Whether bookings, shipments, and CSP demand sustain revenue growth, particularly given first-half revenue softness and customer concentration.
  • How deferred revenue and cost recognition on RUS-funded and other contracts affects reported revenue, margins, and cash flows.
  • Whether inventory reserves, product/customer mix, and sales and marketing investment affect margins and progress toward profitability.
  • Whether operating cash flow improves and whether the $79.0 million of cash and securities plus the unused revolver remain adequate under the company’s operating plan and credit covenants.
  • Developments in the Occam litigation, including potential indemnification exposure, and the effect of the new lease commitments.
