Material changes versus the prior comparable period
- Network revenue declined 32.6% to RMB299.3 million, principally because cooperative centers were terminated and profit-sharing percentages declined at centers later in their agreements. Hospital revenue rose 178.1% to RMB31.7 million, but the hospital segment remained gross-loss-making at RMB34.9 million.
- The company closed 14 cooperative centers in 2017. Treatment cases fell 26.9% and diagnostic cases fell 20.9% from 2016. The largest hospital partner contributed 12.5% of 2017 revenue; the top five contributed 32.7%.
- Gross margin declined as revenue contracted more rapidly than costs and hospital operating costs increased. G&A expense rose 15.4% to RMB237.6 million, while selling expense fell 37.8% to RMB43.6 million.
- Cash declined to RMB98.2 million from RMB189.9 million, and total equity decreased to RMB1,014.9 million from RMB1,231.8 million. Capital expenditures were RMB289.9 million, versus RMB118.9 million in 2016.
- Following a 2017 capital injection into Beijing Century Friendship by equity-method investee Guofu Huimei, the company lost control and deconsolidated Beijing Century Friendship and Beijing Proton Medical Center in April 2017. It recognized a RMB58.9 million disposal gain and thereafter accounted for retained interests under the equity method.
Outlook, commentary, risks and unusual items
Management expected cash on hand and anticipated operating cash flow to cover working capital and capital needs for at least 12 months. This expectation should be considered alongside the very low net current asset position, restricted cash, debt maturities and the company’s announced construction plans. Management estimated 2018 capital expenditures of RMB900 million to RMB1,000 million, mainly for the Shanghai and Guangzhou hospitals, and expected to fund approximately 70% with bank loans and 30% with operating cash flow. This is a capital-spending plan, not earnings guidance.
Construction began in 2017 on the Shanghai and Guangzhou cancer hospitals and Beijing Proton Medical Center. Management cited execution, financing, permitting, recruiting, patient demand and ramp-up risks. Proton and premium hospital services may not be covered by basic public medical insurance, and proton therapy requires regulatory approvals and substantial investment. The company also highlighted dependence on hospital partners, concentrated revenues and receivables, equipment suppliers, government equipment quotas and service-price controls, and regulatory uncertainty in China. Network receivables were RMB127.2 million net at year-end; average turnover was 190 days, and about 26% of the prior-year network receivables remained outstanding.
A notable financing arrangement involves ZR Guofu: its RMB521.4 million investment in the offshore fund is contractually redeemable by the company after four years at investment cost, with a 15% annual premium in the form of interest and consultation expense. The obligation is secured by specified project interests, construction in progress and land-lease payments. The reported mandatorily redeemable noncontrolling-interest balance was RMB396.3 million at year-end. The company also had RMB426.3 million of medical-equipment purchase commitments scheduled for payment within one year.
Management and the auditor identified a material weakness in internal control over financial reporting concerning complex transactions, including VIE identification and consolidation, the redemption obligation, deemed disposals and related disclosures. The auditor issued an adverse opinion on internal control, while issuing an unqualified opinion on the 2017 financial statements. Management targeted remediation in the second half of 2018; effectiveness had not yet been demonstrated. The filing reported no material litigation and no dividends declared for 2016 or 2017. The April 2018 agreement for CICC-led institutions to invest RMB1.5 billion to RMB1.8 billion in subsidiary Meizhong Jiahe was subsequent to the reporting period and remained expected to close by May 2018.
Most important facts for investors to verify
- Whether the 2018 hospital construction plan, financing mix and stated liquidity outlook remain achievable given low unrestricted cash, restricted deposits and near-term debt and purchase commitments.
- Progress on remediating the material weakness, and whether subsequent reporting demonstrates effective controls over complex consolidation and transaction accounting.
- Collection, aging and recoverability of hospital-partner receivables, especially given 190-day turnover and customer concentration.
- The full economics, security, repayment terms and accounting of the ZR Guofu arrangement, including the 15% premium and four-year redemption obligation.
- Whether patient volumes, network revenue and margins stabilize, and whether new hospitals can reach utilization and profitability despite ramp-up, licensing and reimbursement risks.
- Completion and final terms of the announced CICC-led investment in Meizhong Jiahe, and its effect on ownership, control and funding available to the group.
