  • Q3 operating expenses rose 6.4% to $130.7 million, reflecting compensation, the multi-year Global ERP project, and higher travel and meeting costs. Nine-month effective tax rate was 27.9%, versus 29.2%.
  • Nine-month operating cash flow was $230.1 million, compared with $217.4 million. Capital expenditures were $66.0 million; operating cash flow less capital expenditures was approximately $164.1 million. Changes and operating trends

  • Engine Products Q3 sales grew 4.9% to $402.2 million, led by Aftermarket sales growth of 10.4% and On-Road growth of 9.2%. Engine segment pretax margin declined to 15.3% from 17.1%.
  • Industrial Products Q3 sales fell 5.9% to $222.1 million. Gas Turbine sales declined 38.9%, partly offset by 9.5% growth in Industrial Filtration Solutions. Industrial segment pretax margin declined to 14.6% from 15.9%.
  • Management cited improving replacement-filter demand but a slower-than-expected recovery in new OEM systems. Gas Turbine sales were down from a prior-year surge in large project shipments. Q3 sales excluding currency effects grew 0.9%; currency reduced reported nine-month sales by $16.2 million.
  • Higher aftermarket sales, product mix, and continuous-improvement initiatives supported margins; higher incentive compensation and Global ERP costs weighed on results. The filing cites approximately $22 million of full-year operating-expense increases from ERP and incentive compensation.

Outlook, risks, and contingencies

  • FY2014 guidance: sales of $2.44–$2.48 billion; operating margin of 14.1%–14.5%; effective tax rate of 28%–29%; diluted EPS of $1.69–$1.77; operating cash flow of $310–$330 million; and capital spending of approximately $90 million. The share-repurchase target remained 4% of diluted shares. Forecast currency assumptions were €1.35 per U.S. dollar exchange reference as stated in the filing and 102 yen per U.S. dollar.
  • The company issued $125 million of 3.72% senior unsecured notes due 2024, using proceeds to refinance existing debt and for general corporate purposes. It reported covenant compliance and said resources and operating cash flow should fund operations for the next 12 months, while noting future borrowing costs and availability could be affected by capital-market disruption.
  • Risks highlighted include mixed global end-market demand, commodity-price and currency movements, competition, international operations, ERP implementation, information security, and other risks referenced in the prior Form 10-K. Steel and petroleum-based input prices were expected to rise slightly; steel arrangements covered about 70% of U.S. requirements through July 2014.
  • Contingencies include a guarantee of half of the unconsolidated AFSI joint venture’s $29.0 million debt, or approximately $14.5 million; $7.8 million of undrawn standby letters of credit; and $13.9 million of unrecognized tax benefits plus $1.1 million of accrued interest and penalties. The filing says identified litigation and warranty matters were not expected to materially affect results, liquidity, or financial position.
  • The company reported no goodwill impairment in its Q3 assessment. A favorable tax-audit settlement benefited the nine-month tax rate; the filing also describes offsetting tax items and possible additional tax obligations.

Important facts for investors to verify

  • Whether aftermarket growth can offset continued weakness or volatility in OEM and large Gas Turbine project sales.
  • Whether the FY2014 sales, margin, EPS, and cash-flow outlook is achieved, including the expected ERP and incentive-compensation costs.
  • Cash conversion and working-capital trends, particularly inventory and receivables, which increased from July 31, 2013.
  • Debt levels, refinancing needs, covenant compliance, and the availability of U.S. liquidity given that much cash is held by foreign subsidiaries and may incur tax if repatriated.
  • Exposure to tax audits, the AFSI guarantee, input-cost increases, foreign exchange, and ERP implementation risks.
