Gross and operating margins above are calculated from reported figures. Licensing represented 90% of revenue, compared with 87% a year earlier. Higher licensing revenue reflected, among other factors, mobile recoveries and patent licensing, mobile and consumer electronics volumes, and imaging licensing. Lower digital cinema product sales and weaker services revenue weighed on results; product gross margin fell to 32% from 37%, while services gross margin fell to 5% from 23%.

Liquidity, cash flow and capital allocation

  • At December 29, 2017, cash and cash equivalents were $596.4 million; short- and long-term investments totaled $556.1 million. Working capital was $812.3 million.
  • The balance sheet reports no borrowings or debt. Total liabilities were $458.8 million, including $182.9 million of non-current tax liabilities.
  • Operating cash flow declined amid higher accounts receivable, lower accrued liabilities, and the tax-related effects of the Tax Act. Cash and cash equivalents decreased $30.6 million during the quarter.
  • Capital expenditures were $19.3 million. Dolby repurchased $30.0 million of shares and paid $16.4 million in dividends; the quarterly dividend was $0.16 per share. Approximately $122 million remained authorized for repurchases.
  • Management stated that cash, investments, and operating cash flows should meet anticipated cash requirements for at least the next 12 months. Approximately $815 million, or 71% of cash and investments, was held by foreign subsidiaries.

Material changes, outlook and notable items

  • Tax Act drove the quarterly loss. Dolby recorded a provisional $154.6 million tax charge: $57.9 million from remeasuring net deferred tax assets after the federal rate reduction and $96.7 million for the deemed-repatriation transition tax. The reported effective tax rate was 196.0%, versus 20.8% a year earlier. Dolby said it was still evaluating the effects and expected to finalize adjustments by fiscal year-end.
  • Growth initiatives. New growth initiative revenue, mostly licensing, was about $60 million in FY2017; management expected it to approximately double in FY2018. This is an expectation, not a detailed revenue or earnings forecast.
  • Market progress. Dolby reported 132 operational Dolby Cinema locations, compared with 66 a year earlier, and approximately 3,200 Dolby Atmos-enabled cinema screens. Management cited expanding Dolby Vision and Atmos device and content availability, while noting adoption and competition challenges.
  • Accounting changes. Dolby adopted share-based compensation guidance and recognized a $6.0 million excess tax benefit. It planned to adopt revenue recognition and lease standards in fiscal 2019. The revenue standard could alter the timing of licensing revenue and require estimates of current-quarter licensee shipments; the lease standard was expected to materially increase balance-sheet assets and liabilities, without a material income-statement impact.
  • Commitments and contingencies. Contractual commitments totaled $282.7 million, including naming rights, operating leases, purchase obligations, and donations. The company reported ordinary-course legal proceedings, with no expected material adverse impact, but said potential losses could not always be estimated. Indemnification exposure was not reasonably estimable; no amount was accrued.

Key investor verification points

  • Confirm the final Tax Act measurement-period adjustments, the transition-tax liability and payment schedule, and resulting effective tax rate.
  • Assess whether licensing growth and management’s FY2018 growth-initiative expectation are supported by adoption, content availability, and recurring revenue rather than variable licensee recoveries.
  • Monitor cash conversion, accounts receivable, accrued liabilities, and the concentration of cash and investments held overseas.
  • Track product and services margins, digital cinema demand, Dolby Cinema deployments, and competitive adoption of Dolby Vision and Atmos.
  • Review the revenue-recognition and lease-standard transition effects, as well as ongoing legal, IP-enforcement, and contractual-commitment risks.
  • Consider the Dolby family’s reported 87.7% of combined voting power and the resulting control over matters requiring stockholder approval.
