Business Context

Electromed develops, manufactures and sells SmartVest high-frequency chest wall oscillation airway-clearance systems for home care, hospitals and other institutions. Most revenue is generated through a direct-to-patient and provider model supported by reimbursement services. The company launched the next-generation SmartVest Clearway in fiscal 2023 and remains focused primarily on the U.S. home-care market.

Revenue growth was led by home-care revenue of $43.945 million, up 15.6%, and institutional revenue of $2.080 million, up 25.3%. Home-care distributor revenue increased 9.8% to $1.618 million, while international revenue declined 18.6% to $424,000. U.S. revenue was $47.6 million; approximately 92% represented home care and 4% represented hospital sales.

SG&A increased 16.5% to $31.595 million, primarily due to higher sales, reimbursement and support staffing, compensation, systems investments, clinical studies and marketing. R&D declined 32.4% to $916,000, or 1.9% of revenue. The effective tax rate was 22.5%, compared with 23.1% in fiscal 2022.

At June 30, 2023, current assets were $37.787 million and current liabilities were $8.053 million. Accounts receivable increased to $24.130 million, partly because Medicare payments generally have a 13-month payment cycle. Inventory increased to $4.221 million, largely reflecting materials acquired for the Clearway launch.

Electromed had no outstanding borrowings under its revolving credit facility. The facility provides up to $2.5 million, subject to borrowing-base limitations, and expires December 18, 2023 if not renewed. Borrowings bear interest at prime less 1.0%; the rate was 7.25% at June 30, 2023. The facility is secured by substantially all tangible and intangible assets and includes a $10.125 million minimum tangible-net-worth covenant.

Material Changes Versus Fiscal 2022

  • Revenue increased 15.4%, with stronger referrals, approvals, sales-force productivity, clinic access and hospital utilization.
  • Home-care revenue benefited from the Medicare allowable-rate increase effective January 1, 2023 and, for part of the year, the CMS COVID-19 waiver.
  • Gross margin improved modestly to 76.0% despite higher material and shipping costs.
  • Operating and net income grew faster than revenue as gross-profit growth exceeded the increase in operating expenses.
  • Operating cash flow turned positive, although cash conversion was constrained by higher accounts receivable and inventory.
  • Capital investment increased, including approximately $1.083 million for software and $565,000 for equipment.
  • The company repurchased $153,000 of common stock during fiscal 2023; approximately $275,000 remained authorized at June 30, 2023.
  • The company’s share count increased to 8.555 million shares from 8.475 million, primarily reflecting option exercises and equity awards.

Guidance, Outlook, Risks and Unusual Items

  • Fiscal 2024 growth priorities include adding five sales territories and representatives, expanding physician and direct-to-consumer marketing, enhancing customer support and increasing clinical evidence for bronchiectasis.
  • Management expects fiscal 2024 R&D expense to remain approximately 1% to 2% of revenue.
  • The CMS waiver for certain Medicare respiratory products expired May 11, 2023. Management believes additional staffing and clinician education mitigated the effect, but reimbursement requirements and payer coverage remain material risks.
  • Component shortages, extended lead times, inflation and elevated shipping costs caused product-availability interruptions from September 2022 through June 2023. Management expects some supply-chain pressure to continue through the first half of fiscal 2024.
  • Key risks include reimbursement reductions or denials, regulatory changes, FDA and international compliance, competition, sales-force expansion, cybersecurity and data privacy, intellectual-property protection, and renewal of the credit facility.
  • A putative class action related to a 2021 data breach was finally approved and settled in July 2023. The filing states that the settlement had no additional impact on the fiscal 2023 financial statements.
  • International sales remain a limited focus and represented approximately 1% of revenue in both fiscal 2023 and fiscal 2022.
  • Management believes available working capital, cash flows and the credit facility will provide adequate liquidity for fiscal 2024. The filing provides no formal revenue or earnings guidance.

Most Important Facts for Investors to Verify

  • Whether Medicare and other payer reimbursement remains stable after the CMS waiver expiration and whether revenue estimates for installment and appealed claims are realized.
  • Accounts-receivable collections, contract assets and the effect of the extended Medicare payment cycle on cash flow.
  • Whether supply-chain constraints, material inflation and shipping costs affect product availability or gross margin.
  • Progress in commercializing SmartVest Clearway and the return on investments in sales-force expansion, marketing, clinical evidence and information systems.
  • Renewal or replacement of the $2.5 million credit facility before its December 18, 2023 expiration and continued compliance with its covenants.
  • The financial and operational implications of the data-breach settlement, cybersecurity controls and any related claims.
  • The assumptions supporting the critical estimate of customer revenue net of payer and collection adjustments.
  • The filing’s audited financial statements and management’s assertion that disclosure controls and internal control over financial reporting were effective; the auditor was not required to provide an internal-control attestation because Electromed is a smaller reporting company.
