Cash flow and liquidity. Nine-month operating cash flow was $127.2 million, versus $92.3 million; capital expenditures were $12.3 million. Cash at July 31 was $20.9 million. Total debt was $386.3 million, including $383.0 million drawn on the revolving facility; HEICO reported net debt of $365.4 million and a net-debt-to-equity ratio of 49.0%. HEICO reported compliance with its covenants and said operating cash flow and available facility borrowings should fund requirements for at least 12 months.
Material changes versus prior periods
- Nine-month sales growth reflected approximately 12% organic growth in FSG and 4% in ETG, plus sales from FY2013 acquisitions. In Q3, organic growth was approximately 2% in FSG and 9% in ETG, with additional acquired-business sales in both groups.
- ETG margin pressure, particularly from a less favorable mix of space and defense products, reduced consolidated gross margin. Q3 operating margin also declined, principally due to lower ETG operating margin.
- SG&A included a net $10.3 million reduction over nine months from a $19.5 million decrease in estimated contingent consideration, partly offset by $9.2 million of intangible-asset impairment. In Q3, the corresponding net SG&A reduction was $1.0 million. Management attributed these adjustments to less favorable projected market conditions for an acquired business.
- HEICO acquired Lufthansa Technik AG’s 20% interests in four subsidiaries for a $67.4 million cash dividend to LHT as part of the transaction. The purchase reduced income allocated to noncontrolling interests. Separately, HEICO paid a special $0.35-per-share dividend and its regular $0.06-per-share dividend in January.
- Nine-month financing cash outflow was $100.6 million, mainly reflecting $76.7 million of distributions to noncontrolling interests and $31.2 million of common-stock dividends. Investing cash outflow was $21.0 million, including $8.7 million for acquisitions.
Outlook, risks and contingencies
- Management maintained FY2014 expected year-over-year sales growth of 12%–14% and raised expected net-income growth to 14%–16%, from its prior estimate of 12%–14%. These are management estimates, not guarantees.
- For the remainder of FY2014, management expected continued FSG growth in aftermarket replacement parts and repair and overhaul services, partly offset by weaker specialty-products demand. It anticipated softer Q4 ETG defense demand, partly offset by increased demand in other ETG markets. FY2014 capital expenditures were estimated at approximately $20 million, down from the prior $25 million estimate.
- Risks cited include commercial aviation demand and airline purchasing, defense and government spending, product-development costs and delays, competition, acquisition execution and synergies, customer credit risk, and economic conditions in served industries.
- Contingent consideration remained subject to Level 3 estimates based on projected earnings and other unobservable assumptions; changes could affect earnings. The filing reports $9.2 million of ETG intangible impairment tied to reduced future cash-flow estimates.
- HEICO reported $2.8 million of standby letters of credit. It said ordinary-course litigation was not expected to have a material adverse effect. The filing also notes that the company was evaluating the impact and transition method for the new revenue-recognition standard, effective for HEICO in FY2018.
Investor verification priorities
- Verify whether reported sales growth and FY2014 outlook were supported by sustained organic demand, rather than acquisition contributions.
- Track ETG product mix, defense demand and segment margins, along with consolidated gross and operating margins.
- Review the contingent-consideration estimates and acquired-business forecasts behind the $9.2 million impairment and related SG&A benefit.
- Monitor borrowing, cash generation, distributions to noncontrolling interests, dividends and covenant headroom.
- Confirm the timing and effect of the revenue-recognition standard adoption and any subsequent changes in management’s outlook or risk assessments.
