Reporting period: Fiscal third quarter and nine months ended October 1, 2011; comparable periods ended October 2, 2010. The filing covers 2011 Q3, notwithstanding the request metadata’s 2010 Q3 label. Figures below are in U.S. dollars; financial statement amounts are in millions unless noted.
Business context
Kadant supplies equipment and products to the global papermaking and paper-recycling industries, with a smaller Fiber-based Products business. Most revenue comes from Papermaking Systems. On May 27, 2011, Kadant acquired M-Clean, a European supplier of equipment for cleaning paper-machine fabrics and rolls, for approximately $16.1 million. International sales were approximately 63% of revenue in the first nine months, versus 57% a year earlier.

Q3 revenue rose 27%; nine-month revenue rose 21%. Q3 operating income increased to $10.8 million from $6.3 million, while nine-month operating income increased to $29.6 million from $18.2 million. The Q3 reported results included a $2.3 million gain on a China real-estate sale and a 7% effective tax rate; the nine-month effective tax rate was 21%, including discrete tax benefits. Accordingly, reported earnings include items that may not recur.
Consolidated gross margin was 42.7% in Q3, down from 44.1%; for the first nine months it was 45.2%, up from 44.4%. Papermaking Systems’ Q3 margin declined to 42.8% from 44.4%, reflecting stock-preparation margins and product mix. Fiber-based Products’ Q3 margin improved to 36.5% from 28.3%. Selling, general and administrative expense was $26.1 million in Q3, up 16%, including acquisition costs, foreign exchange effects, and $0.6 million of bad-debt expense tied to a customer bankruptcy.
Cash, debt and liquidity
At October 1, 2011, cash and cash equivalents were $46.9 million, restricted cash was $1.2 million, and total short- and long-term obligations were $17.4 million. Cash and cash equivalents were $61.8 million and obligations $22.8 million at January 1, 2011. Working capital was $78.1 million, compared with $79.0 million at year-end. The company had $63.8 million of committed revolving-credit capacity available; it reported compliance with its credit covenants. The weighted-average interest rate on obligations was 4.88%, and outstanding debt was hedged with interest-rate swaps.
Nine-month operating cash flow of $19.6 million was partly offset by $19.0 million used in investing and $16.4 million used in financing. Investing included the M-Clean acquisition and $5.5 million of capital expenditures. Financing included $10.9 million of debt repayments and $9.4 million of share repurchases. Inventory growth used $14.5 million of cash, while higher other current liabilities provided $12.2 million, largely from customer deposits and timing of billings.
Changes, outlook and risks
- Revenue increased across Papermaking Systems product lines. China and Europe were principal growth drivers; Q3 China revenue rose 72% year over year and European revenue rose 35%. Q3 bookings rose 85% in North America and 59% in Europe, but China bookings fell 14% year over year and 56% sequentially.
- Management expected Q4 gross margin to be lower than in the first three quarters, mainly due to large capital-project shipments and unfavorable product mix. Q4 guidance was revenue of $92–$94 million and diluted continuing-operations EPS of $0.56–$0.58.
- Full-year 2011 guidance was raised to revenue of $330–$332 million and diluted continuing-operations EPS of $2.42–$2.44. Adjusted diluted EPS, excluding the real-estate gain and discrete tax benefits, was forecast at $2.09–$2.11, below the prior adjusted guidance of $2.15–$2.25. Management estimated a recurring 2011 tax rate of 27%–28% and an effective rate of approximately 22%, excluding any potential valuation-allowance release.
- Management cited uncertain Western European conditions, variable Chinese capital-equipment orders and possible capacity overhang, customer financing and payment timing, and the risk of excess inventory if orders are delayed or cancelled. Other disclosed risks include pulp-and-paper industry cyclicality, foreign-exchange exposure, input-cost and supply risks, and customer or supplier credit deterioration.
- A settlement agreement concerning discontinued composites decking products was entered into October 24, 2011, subject to court approval. Kadant recorded a $1.2 million Q3 discontinued-operation charge and accrued $2.6 million for claims plus $0.7 million for legal fees and class-representative incentives. Claims reimbursement is capped at $5.0 million; additional approved claims above the reserve could affect future results. The filing states that settlement approval is not assured.
- Management said existing resources, credit availability, and expected operating cash flow should meet current operating needs for the foreseeable future. The board authorized up to $30 million of share repurchases for November 2011–November 2012.
Important facts for investors to verify
- Whether Q4 and full-year guidance is achieved, especially given weaker China bookings and the expected Q4 product-mix impact on margins.
- Whether the composites settlement receives court approval and whether approved claims exceed the $2.6 million claims reserve, up to the $5.0 million cap.
- Whether inventory growth converts to shipments and cash as planned, including delivery timing and customer progress payments for large projects.
- How much of reported earnings growth reflects underlying operations versus the real-estate gain and discrete tax benefits, and whether any deferred-tax valuation allowance is released.
