CENTRUS ENERGY CORP quarterly report, Q2 FY2017

Centrus Energy Corp. — Q2 2017 Form 10-Q

Reporting period: Quarter and six months ended June 30, 2017. Amounts are in U.S. dollars; financial statement amounts are in millions except per-share data.

Business context

Centrus supplies low-enriched uranium (LEU) to nuclear utilities and performs American Centrifuge research and development under a U.S. government-funded contract with UT-Battelle. The nuclear fuel market remained oversupplied, with pricing pressure and uncertain demand. Centrus has no current commercial enrichment production; its long-term objective is to resume production.

MetricQ2 2017Q2 2016Six months 2017Six months 2016
Revenue$44.0$63.4$51.2$153.4
Gross profit (loss)$(4.3)$5.5$(6.8)$21.3
Operating loss$(22.0)$(14.6)$(45.6)$(25.1)
Net loss$(22.4)$(2.9)$(14.8)$(17.5)
Net loss per common share$(2.69)$(0.32)$(1.96)$(1.92)
  • Q2 revenue fell 31%; first-half revenue fell 67%. First-half LEU revenue decreased 70%, while contract-services revenue decreased 50%.
  • LEU gross profit turned to a loss, mainly reflecting lower average SWU selling prices and, for the first half, lower delivery volumes. Centrus expects positive LEU-segment gross profit for full-year 2017.
  • First-half operating cash use was $87.0, versus $49.9 in 2016. Investing activities provided $1.6; financing activities used $27.6. Cash declined $113.0 to $147.7.
  • At June 30, cash was $147.7, working capital $156.8, total assets $586.0, and stockholders’ deficit $246.2. Total debt carrying value was $166.2, including $6.4 current and $159.8 long-term. Pension and postretirement benefit liabilities were $177.4 and $170.2, respectively.
  • Surety bonds of $29.6 supporting Piketon decommissioning and regulatory obligations were fully cash-collateralized.

Material changes and unusual items

  • In February 2017, Centrus exchanged $204.9 of 8% PIK Toggle Notes for $74.3 principal amount of 8.25% notes due 2027, Series B preferred stock with $104.6 liquidation preference at issuance, and $27.6 cash. The transaction reduced the remaining PIK note principal to $30.5 and generated a $33.6 first-quarter accounting gain.
  • The exchange materially reduced reported interest expense. The 8.25% notes’ future interest obligations are included in their carrying value under the troubled-debt-restructuring accounting; contractual cash interest remains payable.
  • Series B preferred dividends accrue at 7.5% annually and are cumulative. No dividends had been declared or paid by June 30; accrued dividends were $3.0.
  • Piketon decommissioning costs of $11.5 were charged against the accrued obligation in the first half. The remaining estimated liability was $27.2; work was expected to be substantially complete by year-end 2017.
  • First-half special charges were $4.7, including workforce termination benefits and advisory costs. A $33.6 debt-exchange gain benefited first-half results; the prior-year comparison included a $16.7 gain on debt extinguishment.

Outlook, risks, and controls

  • For 2017, management forecast SWU and uranium revenue of $175–$200, total revenue of $200–$225, and year-end cash of $150–$175. More than half of annual revenue was expected in Q4; delivery volumes were expected to decline from 2016.
  • Management stated it expected adequate liquidity for at least the next 12 months. Forecasts depend on customer order and delivery timing, short-term purchases or sales, government funding, the next UT-Battelle agreement after September 30, 2017, strategic spending, and decommissioning costs.
  • The current UT-Battelle contract, valued at approximately $25, was funded incrementally. Reduced or discontinued government funding could lead to further American Centrifuge demobilization, costs, delays, or termination.
  • Other disclosed exposures include depressed LEU market conditions, reliance on third-party and Russian supply, long-term pension and postretirement obligations, DOE receivables, and the risk that customer delivery timing causes significant quarterly revenue and cash-flow variability. Centrus reported $14.2 of overdue DOE receivables in other long-term assets; resolution timing remained uncertain.
  • Disclosure controls were concluded to be ineffective at June 30 because a previously identified material weakness in controls over accounting for the decommissioning obligation remained. Management was improving review procedures and expected remediation by year-end, subject to successful operation and testing.
  • No material changes to previously reported legal proceedings or risk factors were reported.

Key facts for investors to verify

  • Whether second-half customer deliveries support the 2017 revenue and cash forecasts, given the pronounced Q4 weighting.
  • Whether cash use, working capital needs, and surety collateral permit year-end cash to reach the forecast range.
  • Progress on Piketon decommissioning, the adequacy of the $27.2 accrual, and release timing for cash collateral.
  • Funding and terms of a successor UT-Battelle contract after September 30, 2017.
  • Debt-service obligations, PIK interest accruals, preferred dividend accumulation, and the conditions affecting the Enrichment Corp. guarantee.
  • Remediation and testing of the material weakness in decommissioning-obligation controls.
