Material Changes Versus Prior Comparable Period

  • Net income increased 27.0% in the third quarter and 13.6% for the first nine months, primarily due to the American State Financial Corporation acquisition.
  • Net interest income grew substantially from higher average earning-asset balances, but the tax-equivalent net interest margin declined 50 basis points for the quarter and 47 basis points year to date because asset yields fell faster than funding costs.
  • Noninterest income increased 63.4% in the quarter and 22.5% year to date, reflecting expanded deposit, card, trust, mortgage and payment-network activities acquired with ASB.
  • Noninterest expense increased 46.4% in the quarter and 12.9% year to date, primarily from ASB-related personnel, operating and merger costs. Third-quarter merger-related expenses were $5.1 million; year-to-date expenses were $5.4 million.
  • Loan growth and securities growth were significant, driven principally by acquisitions. Securities represented 49.6% of total assets at September 30, 2012, compared with 47.4% at year-end 2011.
  • Allowance coverage declined as a percentage of loans, while nonperforming assets increased in dollars but declined as a percentage of loans and other real estate.

Guidance, Outlook, Risks and Unusual Items

Management did not provide formal earnings guidance. It stated that deposits remain the primary funding source and loans the primary use of funds, and that it expects no change in these sources and uses in the foreseeable future. Management believes liquidity is adequate and does not generally rely on external funding sources, although Federal Home Loan Bank and correspondent funding remains available.

The July 1, 2012 ASB acquisition added 37 banking offices and was accounted for using preliminary fair values. Consideration totaled $536.8 million, including 8,524,835 shares and $178.5 million in cash. The transaction added $266.7 million of goodwill and $12.4 million of core deposit intangibles. The purchase accounting and acquired asset valuations remained subject to finalization.

Community National Bank was acquired on October 1, 2012 for 372,282 shares and $11.4 million in cash. The Company also expected to acquire East Texas Financial Services, with closing anticipated in early 2013 subject to conditions; consideration could include up to 531,000 shares.

Principal risks include Texas and real-estate lending concentrations, construction and commercial credit risk, changes in interest rates and net interest margins, deposit and liquidity pressures, securities valuation and credit deterioration, goodwill impairment, acquisition integration, regulatory changes, FDIC assessments, competition and economic conditions. Management reported no material changes to previously disclosed risk factors and no material adverse legal proceedings.

Management concluded that disclosure controls were effective at September 30, 2012, with no material changes in internal control over financial reporting during the quarter. No goodwill impairment was recorded.

Important Facts for Investors to Verify

  • Assess the sustainability of earnings excluding $11.2 million of third-quarter and $11.9 million of year-to-date loan discount accretion from acquired loans.
  • Monitor whether the lower net interest margin persists as the balance sheet expands and acquired assets are repriced or mature.
  • Review final purchase accounting for ASB, including acquired-loan marks, goodwill, core deposit intangibles and any subsequent adjustments.
  • Evaluate credit quality trends, particularly the increase in nonaccrual loans and nonperforming assets and the reduction in allowance coverage as a percentage of total loans.
  • Consider the concentration of assets in mortgage-backed and other investment securities, including interest-rate and prepayment risk.
  • Confirm the impact, timing and funding of the Community National Bank acquisition and the proposed East Texas Financial Services transaction.
  • Review liquidity exposure from $911.5 million of unfunded commitments, repurchase agreements and Federal Home Loan Bank borrowings.
  • Reconcile reported GAAP results with management’s pro forma ASB results, which are illustrative and not necessarily indicative of future performance.
