Net income declined despite strong premium growth because claims costs, catastrophe losses and unfavorable prior-year reserve development increased. Other comprehensive income attributable to Progressive was $325.8 million, compared with $321.8 million in the prior-year quarter, as higher unrealized investment gains offset lower net income.

  • Progressive had no borrowings under its $100 million unsecured discretionary line of credit. The facility was renewed in April 2016 through April 30, 2017.
  • Management stated that available capital, operating cash flow and borrowing capacity were sufficient for anticipated business needs, debt service, dividends and other capital requirements.

  • Personal Lines premiums written increased 10%, with Direct growing 14% and Agency growing 6%. Commercial Lines premiums written increased 25% and policies in force increased 10%.
  • Property operations, which were negligible in the prior-year quarter before the ARX acquisition, generated $200.0 million of earned premiums and a $24.5 million pretax underwriting loss in Q1 2016.

Guidance, outlook, commentary and risks

  • Management continues to target long-term underwriting profitability of at least a 4% margin; Q1 2016 exceeded that target but was below the prior-year margin.
  • Management emphasized continued growth through product development, advertising, digital and mobile distribution, improved customer retention, bundled auto and property offerings, and the rollout of the Platinum program.
  • Personal Lines new applications increased 15%, while Commercial Lines new applications increased 23%. Management attributed growth to product changes, advertising, competitive pricing and competitor rate increases.
  • Management estimated approximately $135 million of catastrophe losses for April 2016, including approximately $85 million in vehicle businesses and $50 million in Property, net of reinsurance. These estimates are subject to change.
  • Property catastrophe coverage generally begins after a single event exceeds $45 million; catastrophe bond coverage for severe thunderstorms begins after aggregate annual losses exceed $175 million.
  • Management continues to evaluate rate adequacy, loss severity and frequency, claims trends, medical and repair costs, regulatory developments and competitive conditions.
  • Progressive may acquire additional ARX shares through put and call arrangements. If exercised as described, Progressive’s ARX ownership could exceed 80% in 2018 and reach 100% in 2021. Redeemable noncontrolling interest was $467.4 million at March 31, 2016.
  • Progressive is evaluating whether to redeem its 6.70% fixed-to-floating junior subordinated debentures beginning June 15, 2017; no decision had been made.
  • Pending litigation includes insurance-claim disputes, class actions and matters involving claims evaluation, policy documents, repair-shop labor rates, wage and hour issues, marketing and other operations. Accruals for non-claims litigation were not material, but potential losses could be material if adverse outcomes occur.
  • Investment risks include interest-rate, credit, equity-market, liquidity, structured-securities and derivative exposure. The investment portfolio had $138.1 million of gross unrealized losses at quarter-end, but management concluded that the losses were not other-than-temporary and recorded no Q1 2016 credit impairment write-downs.
  • ARX had not yet been fully incorporated into Progressive’s internal-control evaluation; management expected full incorporation by June 30, 2016.

Most important facts for investors to verify

  • Whether elevated catastrophe losses and unfavorable reserve development persist or reverse in subsequent quarters.
  • Whether premium and policy growth can continue without further deterioration in Personal Lines and Commercial Lines loss ratios.
  • The profitability trajectory and catastrophe exposure of the ARX-related Property business, particularly in Texas and Florida.
  • The final 2016 Gainshare factor and any annual variable dividend declared by the board; the year-to-date factor was 1.30, but the final factor and dividend remained discretionary.
  • The treatment and funding implications of future ARX minority-shareholder put rights and any decision regarding redemption of the 6.70% debentures.
  • The adequacy of loss reserves, reinsurance recoveries and catastrophe coverage thresholds.
  • Potential effects of litigation, regulatory changes, interest-rate movements, credit-spread changes and investment-market volatility on earnings and capital.
