Parker-Hannifin Corp annual report, FY2023

Parker-Hannifin Corporation — FY2023 Form 10-K

Period note: The filing covers the fiscal year ended June 30, 2023, not a calendar 2022 fourth quarter. Comparisons below are primarily with FY2022.

Business context

Parker-Hannifin is a global manufacturer of motion and control technologies serving industrial, mobile and aerospace markets. FY2023 net sales were $19.1 billion: Diversified Industrial represented 77% and Aerospace Systems 23%. The company completed its $7.2 billion acquisition of Meggitt on September 12, 2022; its results are included from that date.

Financial performance and liquidity

MetricFY2023FY2022
Net sales$19.065 billion$15.862 billion
Gross margin33.7%33.5%
Net income attributable to common shareholders$2.083 billion$1.316 billion
Diluted EPS$16.04$10.09
Cash from operations$2.980 billion$2.442 billion
Capital expenditures$381 million$230 million
  • Sales rose about 20%; management attributed the increase to higher volume and approximately $2.1 billion of Meggitt sales. Currency reduced sales by approximately $470 million, while divestitures reduced them by $69 million.
  • Net income increased about 58%. Gross margin improved modestly with volume, pricing and continuous-improvement benefits, partly offset by inflation, supply-chain pressures and a $110 million Meggitt inventory fair-value step-up.
  • Cash from operations increased $538 million. Operating cash flow less capital expenditures was approximately $2.60 billion, a derived measure. Investing cash outflow was $8.18 billion, including $7.15 billion for acquisitions and $1.41 billion to settle deal-contingent forwards.
  • At year-end, cash and equivalents were $475 million. Debt totaled approximately $12.56 billion, including current maturities. Commercial paper outstanding was $1.8 billion; $1.2 billion remained available under the $3.0 billion revolving credit agreement. The debt-to-debt-plus-equity covenant ratio was 0.55 against a maximum of 0.65; the company reported covenant compliance.
  • Current assets were $6.83 billion versus current liabilities of $7.74 billion. Inventory increased to $2.91 billion from $2.21 billion; days of inventory supply rose to 85 from 77.

Material changes and unusual items

  • Diversified Industrial sales were $14.71 billion, up 10.2% reported and 10.4% excluding acquisition and currency effects. Segment operating margins improved in North America and International, to 20.8% and 21.0%, respectively.
  • Aerospace Systems sales rose to $4.36 billion from $2.52 billion, largely reflecting $1.6 billion of Meggitt sales. Its operating margin fell to 12.9% from 19.9%, amid acquisition-related amortization, depreciation and integration costs, contract loss reserves, supply-chain challenges and higher engineering expense.
  • FY2023 included a $390 million loss on deal-contingent forward contracts and a $374 million gain on the sale of the aircraft wheel and brake business. The corresponding forward-contract loss was $1.015 billion in FY2022. Acquisition transaction costs were $115 million; business realignment and acquisition integration charges totaled approximately $122 million.
  • Interest expense increased to $574 million from $255 million, reflecting higher average debt and rates. The effective tax rate rose to 22.2% from 18.5%.
  • Total backlog reached $11.0 billion, up from $7.9 billion; approximately 79% was scheduled for delivery within 12 months. Meggitt contributed to the increase.

Outlook, risks and contingencies

  • The filing gives no consolidated FY2024 earnings or revenue guidance. Parker expects approximately $78 million in Diversified Industrial and $27 million in Aerospace Systems business realignment and integration charges in FY2024. Workforce reductions are expected to increase FY2024 operating income by about 1% in Diversified Industrial International, with no material impact expected in North America.
  • Management targets capital expenditures of approximately 2% of sales and says operating cash flow and its commercial paper program should meet operating needs for the foreseeable future. The annual dividend rate was $5.92 per share; Parker reported 67 consecutive years of annual dividend increases.
  • Management cited inflation, raw-material and labor costs, supply-chain disruption, currency movements, economic and geopolitical uncertainty, acquisition integration, cybersecurity, interest rates, and climate and environmental obligations as risks.
  • The company recorded a $149.4 million environmental accrual; its estimated total exposure ranged from $149.4 million to $251.5 million. It also assumed $134 million of Meggitt environmental liabilities.
  • A class action related to a 2022 cybersecurity incident was finally approved for settlement in August 2023. The company said the incident had not materially affected operations or financial results. Management and the auditor reported effective financial reporting controls, but Meggitt—about 36% of consolidated assets and 11% of sales—was excluded from the controls assessment.

Important facts for investors to verify

  • How Meggitt integration, purchase accounting and realized synergies affect aerospace margins and cash generation; the acquisition’s preliminary allocation included $5.7 billion of intangible assets.
  • Whether backlog converts to revenue on schedule, particularly given supply-chain constraints and the aerospace segment’s contract loss reserves.
  • Debt maturities, refinancing costs and liquidity after the acquisition; confirm available revolver capacity alongside commercial paper balances.
  • Inventory levels and working-capital conversion, including the rise in inventory days.
  • Potential environmental, pension and tax exposures, and progress integrating Meggitt into internal controls.
