|---|---|---|
| Revenue | $3,150.7 million | $3,273.8 million |
| Operating income | $212.0 million | $41.8 million |
| Operating margin | 6.7% | 1.3% |

Cost of goods sold was 71.4% of revenue, versus 72.3% a year earlier. Excluding the prior-year Hussmann impairment, management said operating margin decreased 0.3 percentage points, reflecting inflation, restructuring and investment costs, partly offset by pricing, productivity and a stock-option forfeiture adjustment.
Cash used in continuing investing activities was $49.7 million, including $52.9 million of capital expenditures; continuing financing activities used $41.9 million. Cash and cash equivalents ended the quarter at $1,089.5 million, down $71.2 million from year-end. Total debt was $3,644.9 million and the debt-to-total-capital ratio was 33.3%. The $2.0 billion of committed revolving facilities was unused at quarter-end.
Material changes and segment results
Revenue declined 3.8% year over year. The main reported factor was the absence of $213.1 million of prior-year Hussmann revenue; pricing and volume/product mix partly offset that impact. The comparison is also affected by the 2011 Hussmann impairment charge of $186.3 million, which substantially depressed prior-year operating income.
- Climate Solutions revenue was $1,661.8 million, down 8.9% including the Hussmann exit; excluding Hussmann, revenue rose 3%. Segment operating income was essentially flat at $94.0 million.
- Residential Solutions revenue fell 2.7% to $421.7 million, and the segment recorded a $10.7 million operating loss, versus $8.0 million income. Management cited lower volume, unfavorable mix and material costs.
- Industrial Technologies revenue rose 7.5% to $688.7 million; operating income increased 7.4% to $91.5 million.
- Security Technologies revenue rose 0.9% to $378.5 million; operating income fell 1.7% to $69.9 million.
Balance-sheet current assets were $5,367.8 million and current liabilities $4,100.4 million at March 31. Inventory increased to $1,432.6 million from $1,282.0 million at year-end.
Outlook, commentary, risks and unusual items
- Management expected modest revenue growth as economic conditions stabilized, with benefits from restructuring and productivity programs. It characterized residential and consumer markets as challenging, commercial construction as stagnant, and industrial and North American refrigerated transport markets as moderately stronger. No numerical revenue or earnings guidance was provided.
- Management projected a 2012 annual effective tax rate of approximately 25% and stated that existing cash, operating cash generation, credit lines and expected capital-market access should fund U.S. and non-U.S. needs for at least the next 12 months.
- After quarter-end, substantially all remaining 4.5% exchangeable notes were exchanged and settled on April 16: the company paid $352.3 million in cash, including accrued interest, and issued 10.8 million shares. It subsequently had $151.5 million of commercial paper outstanding as of April 25, which it expected to repay from operating cash flow.
- The company recorded $18.7 million of restructuring charges in the quarter, mainly for workforce reductions and facility consolidation; $19.9 million remained accrued at March 31.
- A first-quarter correction reversed $13.5 million of previously recorded stock-option compensation expense ($8.3 million after tax). Management said it did not consider the adjustment material to the quarter or prior financial statements.
- The IRS continued to dispute the company’s 2002 tax treatment, asserting approximately $84 million of additional tax plus interest under its remaining theory and notifying the company of 30% penalties. The company contested the matter and said it was adequately reserved, but acknowledged an adverse outcome could materially affect results, financial condition and cash flows. Unrecognized tax benefits were $539.0 million.
- Asbestos-related liabilities were $917.6 million, against $322.8 million of probable insurance recoveries. Environmental reserves were $71.2 million. Management noted uncertainty in future claims and recoveries; it also disclosed ongoing insurance-coverage litigation. The filing additionally reports $303.4 million of long-term Trane service-contract performance guarantees and says significant losses were considered remote.
- The Hussmann sale left the company with an equity-method interest; its ownership had declined to 38.6% by March 31. The company reported a $5.2 million first-quarter equity loss on that investment.
Important facts for investors to verify
- Assess underlying revenue and margin trends separately from the Hussmann divestiture and the prior-year impairment comparison.
- Track Residential Solutions’ operating loss, inventory growth, and the timing and cash costs of restructuring actions.
- Confirm the impact of the exchangeable-note settlement, related share issuance and subsequent commercial-paper borrowing on debt, interest expense and liquidity.
- Monitor the IRS dispute, unrecognized tax benefits, asbestos insurance recoveries and related litigation, and environmental and warranty obligations.
- Compare management’s modest-growth outlook and approximately 25% tax-rate expectation with subsequent reported results; the filing provides no quantitative revenue or earnings forecast.
