Veralto Corp annual report, FY2023

Business Context and Reporting Period

Veralto Corporation filed its first Form 10-K for the fiscal year ended December 31, 2023. Veralto separated from Danaher on September 30, 2023, becoming an independent public company; its common stock began regular-way trading on the NYSE on October 2, 2023 under “VLTO.” The 2023 financial statements combine nine months of carved-out Danaher results with three months of standalone Veralto results, so historical comparability and standalone cost trends require caution.

Veralto operates two segments: Water Quality, which provides water analytics and treatment solutions, and Product Quality & Innovation, which provides marking, coding, packaging, color-management and related software and services. The Company generated approximately $5.0 billion of 2023 sales, employed approximately 16,000 associates, and derived approximately 59% of sales from recurring consumables, services, spare parts and software.

  • Water Quality: Sales increased 5.3% to $3,039 million, core sales increased 5.1%, and operating profit increased to $730 million. Operating margin improved to 24.0% from 23.1%, supported by pricing, productivity and lower material costs.
  • Product Quality & Innovation: Sales were essentially flat at $1,982 million, while core sales declined 1.0%. Operating profit declined to $472 million and operating margin fell to 23.8% from 24.6%, primarily due to Argentine peso devaluation, impairment charges and separation costs.
  • Cash generation and investment: Net cash used in investing activities was $55 million, including $54 million of capital expenditures; no acquisitions were completed in 2023. Capital expenditures represented approximately 1.1% of sales.
  • Liquidity: Cash and equivalents were $762 million at year-end, including approximately $217 million in the United States and $545 million outside the United States. The Company reported sufficient liquidity for operations, investments, acquisitions, debt service and dividends.
  • Debt: Long-term debt was $2,629 million, consisting of senior unsecured notes maturing from 2026 through 2033. The Company had no borrowings under its $1.5 billion revolving credit facility and no commercial paper outstanding.
  • Tax and unusual items: The effective tax rate was 23.4%, compared with 24.1% in 2022. Results included a $15 million impairment of an equity-method investment, $12 million of intangible-asset impairment charges, $30 million of interest expense and $45 million of net foreign-currency transaction losses.

Material Changes Versus the Prior Comparable Period

  • Revenue growth slowed from 3.6% in 2022 to 3.1% in 2023, while core sales growth declined from 8.1% to 2.6%. China remained weak, with low-double-digit sales declines in several businesses.
  • Gross margin expanded by 110 basis points, reflecting pricing actions and lower material costs, partly offset by labor inflation and foreign-exchange effects.
  • Operating margin was broadly stable despite higher standalone public-company expenses, separation-related costs, intangible impairments and currency pressure.
  • Net earnings declined modestly because higher operating expenses, standalone-company costs and interest expense more than offset higher operating profit.
  • Operating cash flow increased by $93 million, primarily due to improved working-capital performance, including lower cash usage from inventories and receivables.
  • The balance sheet changed substantially because of the separation. Veralto issued approximately $2.6 billion of debt and paid approximately $2.6 billion to Danaher as consideration for contributed assets. Year-end equity was $1,389 million, compared with $3,240 million of combined equity in 2022.
  • Veralto declared its first quarterly dividend of $0.09 per share, or approximately $22 million, paid on January 31, 2024.

Guidance, Outlook, Risks and Unusual Items

Management expects 2024 Water Quality growth in North America, Western Europe and Latin America, partly offset by continued weakness in China. For Product Quality & Innovation, management expects stabilization in the consumer packaged goods market and a modest recovery in the second half of 2024. The filing does not provide a specific consolidated revenue or EPS guidance range.

  • Management expects to use the Veralto Enterprise System to pursue productivity and profitability improvements while navigating a challenging macroeconomic environment.
  • Supply-chain disruptions, labor availability constraints and cost inflation continued in 2023 but were largely mitigated through pricing and productivity actions. These pressures remain a potential future margin risk.
  • Veralto’s post-separation debt increases interest-rate, refinancing and covenant risk. The revolving facility requires a consolidated net leverage ratio of 3.75:1.00 or less.
  • The Company is subject to significant separation-related risks, including uncapped indemnification obligations to Danaher, reliance on transition services, tax-related indemnities and restrictions on certain corporate transactions for two years after the distribution.
  • Cybersecurity threats had not materially affected the Company as of the filing date, but breaches, privacy-law violations and technology disruptions remain material risks.
  • Goodwill and other intangible assets totaled approximately $3.0 billion. No goodwill impairment was recorded, but impairment testing depends on market multiples, forecast EBITDA and other judgmental assumptions.
  • Remaining performance obligations were approximately $290 million at year-end, with approximately 42% expected to be recognized over the following 12 months.
  • Purchase obligations totaled approximately $182 million, most expected to be settled during 2024. Guarantees, primarily standby letters of credit, bank guarantees and performance bonds, totaled approximately $108 million.
  • The Company’s pension plans had a funded-status deficit of approximately $36 million, and 2024 pension contributions were forecast at approximately $6 million.

Investor Verification Checklist

  • Verify the impact of the separation on recurring standalone costs, corporate allocations, transition-service expenses and reported year-over-year comparability.
  • Review debt maturities, interest rates, refinancing requirements and compliance with the 3.75:1.00 leverage covenant.
  • Assess whether the expected Product Quality & Innovation recovery and Water Quality growth, particularly outside China, are occurring.
  • Monitor China demand, foreign-exchange movements, Argentine peso exposure and the ability to sustain pricing against labor and supply-chain inflation.
  • Evaluate goodwill and intangible-asset sensitivity to changes in EBITDA multiples, market conditions and operating forecasts.
  • Review the separation, tax matters and indemnification agreements with Danaher for potential liabilities, transaction restrictions and service-transition dependencies.
  • Reconcile cash flow conversion, capital expenditures, acquisition activity and the planned use of cash for debt service, dividends and future acquisitions.
  • Confirm the Company’s progress toward filing the required registration statement or exchange offers for its senior notes during the second half of 2024.
