Revenue growth reflected a large semiconductor license, new and renewed media and consumer-electronics agreements, and renewals with two social-media companies. Growth was partly offset by delayed renewals of media licenses and nonrecurring revenue recognized in 2021.

Operating expenses were $285.9 million, or 65.1% of revenue, compared with $272.2 million, or 69.6%, in 2021. R&D expense increased 13% to $44.6 million, selling, general and administrative expense increased 5% to $135.6 million, amortization declined slightly to $97.1 million, and litigation expense increased 63% to $8.6 million.

Continuing-operations pretax income was $109.8 million. Adeia recorded a $28.6 million income-tax benefit, producing a negative 26.1% effective tax rate, primarily because of a $78.7 million release of valuation allowances, including an $86.1 million benefit related to federal and certain state deferred tax assets.

Cash flow from operations declined primarily because multi-year license agreements increased unbilled contract receivables. Total contract assets increased to $116.1 million from $28.7 million, including $114.5 million of unbilled receivables.

Material changes versus the prior comparable period

  • The product business was spun off to Xperi Inc.; Adeia now reports only IP Licensing as its operating segment.
  • Reported revenue increased 12%, while operating margin improved from 30.4% to 34.9%.
  • Operating cash flow decreased 22%, and cash and cash equivalents declined by $86.6 million.
  • Financing activities used $263.3 million, including $182.9 million distributed to Xperi Inc., $40.5 million of debt repayment, $33.2 million of share repurchases and $20.9 million of dividends.
  • Adeia acquired Vewd Software Holdings Limited for approximately $102.9 million, including $52.9 million of cash and $50.0 million of assumed debt. Vewd contributed $2.5 million of revenue and a $10.1 million operating loss in 2022.
  • The company recorded $42.3 million of separation costs from 2020 through 2022, including $13.7 million in continuing operations after the spin-off.
  • The former Product business recorded a $354.0 million goodwill impairment charge in discontinued operations, contributing to a $437.0 million net loss from discontinued operations.
  • Three customers represented 40% of 2022 revenue; two customers represented 65% of accounts receivable at year-end.

Debt, liquidity and capital allocation

  • Total principal debt was $749.3 million at December 31, 2022, consisting of floating-rate senior secured Refinanced Term B Loans. The debt matures primarily in 2028 and was carried at $729.4 million net of discount and issuance costs.
  • The debt carried an effective interest rate of 7.6% at year-end. A 1% increase in the effective rate would increase annual interest expense by approximately $7.3 million.
  • At least $114.0 million of debt was payable within 12 months, including a $73.5 million excess-cash-flow payment due in 2023. The company was in compliance with its debt covenants.
  • Future interest payments based on then-current rates totaled $265.3 million, including $55.6 million payable within 12 months.
  • The company had $114.6 million of cash and no short-term investments classified separately at year-end. Management stated that operating cash flow and available cash should fund anticipated requirements for at least the next 12 months.
  • The company paid quarterly dividends of $0.05 per share and had $77.8 million remaining under its share-repurchase authorization at year-end. It repurchased approximately 1.0 million shares for $17.3 million during 2022.

Guidance, outlook, commentary and risks

Management expects continued operating cash generation in 2023 but identified uncertainty from the COVID-19 pandemic, macroeconomic conditions and ongoing separation-related costs. Capital expenditures for 2023 were expected to be approximately $5.0 million. Management also expected 2023 interest expense to increase because of higher rates on variable-rate debt, partly offset by lower debt balances.

Growth opportunities include increased OTT penetration, international MVPD licensing, semiconductor licensing focused on hybrid bonding and advanced packaging, and expansion into adjacent markets such as advertising technology, automotive, e-commerce, gaming and music streaming.

  • License renewals, customer concentration, fixed-fee structures, royalty variability and contracts that may convert to fully paid-up licenses could affect revenue and cash flow.
  • Patent validity, enforcement and litigation outcomes remain material risks. Adeia recorded $2.5 million and $2.6 million of expense reimbursement obligations related to adverse Canadian decisions involving Videotron and Bell/Telus, respectively; appeals were pending.
  • The company faces substantial floating-rate debt exposure and required debt amortization, including excess-cash-flow payments.
  • The spin-off creates risks related to transition services, tax treatment, indemnities, guarantees, loss of scale and reduced business diversification. Adeia recorded a $20.5 million guarantee liability and could make payments of approximately $7.5 million annually through 2031.
  • Adeia recorded a $113.7 million South Korean withholding-tax receivable that remains subject to judicial review. If recovered, approximately $63.6 million of related unrecognized tax benefits would be payable to U.S. tax authorities.
  • Unrecognized tax benefits totaled $229.5 million, and state, federal and foreign tax attributes may be limited by expiration or ownership-change rules.
  • Management and PwC concluded that disclosure controls and internal control over financial reporting were effective as of December 31, 2022.

Most important facts for investors to verify

  • Whether post-spin-off revenue growth and license renewals are sustainable without large one-time settlements or catch-up revenue.
  • The timing and amount of media-license renewals delayed into early 2023.
  • Cash conversion, collection of the $114.5 million unbilled receivable balance and the effect of future multi-year licensing arrangements.
  • Ability to service and reduce the $749.3 million floating-rate debt, including the $73.5 million excess-cash-flow payment.
  • Potential outcomes and costs of pending patent litigation and related appeals.
  • Recoverability and timing of the $113.7 million South Korean tax receivable and the associated tax liabilities.
  • Whether the separation delivers expected cost, operating and capital-allocation benefits while transition services are phased out.
  • Customer concentration, particularly the three customers contributing 40% of 2022 revenue and the two customers representing 65% of year-end accounts receivable.
