Adeia Inc. / Xperi Holding Corporation: FY2021 Form 10-K Summary

Business context and reporting period

The filing is for the fiscal year ended December 31, 2021, and was filed by Xperi Holding Corporation. In February 2022, the company introduced “Adeia” as the brand for its IP Licensing segment; the legal registrant remained Xperi Holding Corporation. The company operates two segments: IP Licensing and Product. It licenses media, semiconductor, audio, imaging, connected-car, Pay-TV, metadata, advertising and entertainment technologies.

Comparability with 2020 is affected by the June 1, 2020 merger with TiVo. Fiscal 2021 includes a full year of TiVo operations, while fiscal 2020 includes only seven months.

Revenue declined primarily because 2020 included substantial past royalty revenue from the Comcast license agreement, while Semiconductor IP and Product revenue were affected by COVID-19-related supply-chain disruptions. Product revenue increased to $486.5 million from $376.1 million, primarily because of the full-year inclusion of TiVo. IP Licensing revenue fell to $391.2 million from $515.9 million.

Operating margin was approximately 1.6%, compared with 19.9% in 2020. Net margin attributable to the company was approximately negative 6.3%, compared with positive 16.5% in 2020. Reported operating expenses increased to $863.9 million from $714.4 million, including $203.4 million of amortization, $232.2 million of research and development, and $266.1 million of selling, general and administrative expense.

  • IP Licensing: Revenue of $391.2 million and segment operating income of $248.4 million, representing an operating margin of approximately 63.5%. Segment operating income declined from $402.6 million, primarily because of the absence of the 2020 Comcast past-royalty benefit and lower Semiconductor IP revenue.
  • Product: Revenue of $486.5 million and segment operating income of $37.1 million, representing an operating margin of approximately 7.6%. Revenue increased year over year, but costs increased with the full-year TiVo contribution, MobiTV-related headcount and other product expenses.

Cash flow from operations was reduced by the absence of the large Comcast-related cash receipts recorded in 2020. Financing cash outflows included $84.0 million of debt repayment, $21.0 million of dividends and $100.8 million of share repurchases. Capital expenditures were $14.0 million.

Material changes and unusual items

  • The company refinanced its term loan in June 2021, reducing the interest-rate margin, extending maturity to June 2028 and lowering principal to $810.0 million before scheduled repayments. It recorded an $8.0 million loss on debt extinguishment.
  • Interest expense was $39.0 million. The debt is variable-rate; management estimated that a 1% increase in the effective rate would increase annual interest expense by approximately $7.9 million.
  • The company acquired certain MobiTV assets and liabilities on May 31, 2021 for $17.4 million in cash. MobiTV contributed $7.4 million of revenue and a $4.4 million operating loss in 2021.
  • Income tax expense was $28.4 million despite a pretax loss of $30.5 million, producing a negative effective tax rate of 92.9%. The tax expense primarily reflected foreign withholding taxes, foreign subsidiary earnings, state taxes and BEAT.
  • Amortization increased to $203.4 million, reflecting merger-related intangible assets. Net intangible assets were $817.9 million at year-end, and goodwill was $851.1 million.
  • No goodwill impairment was recorded. The October 2021 quantitative test indicated fair value exceeded carrying value by approximately 25% for Product and 200% for IP Licensing.
  • Previously reported material weaknesses related to controls over forecast assumptions used in intangible-asset valuation and goodwill impairment testing were reported as remediated as of December 31, 2021. Management and the auditor concluded internal control over financial reporting was effective.

Guidance, outlook, risks and contingencies

Management planned to separate the Product and IP Licensing businesses in a tax-efficient transaction, subject to regulatory approvals, and anticipated completion in the second half of 2022. The filing provides no formal revenue or earnings guidance. Management expected 2022 capital expenditures of approximately $20 million to $25 million and stated that available cash, investments and operating cash flow should fund anticipated requirements for at least the next twelve months.

  • COVID-19, Omicron-related disruption, semiconductor shortages, supply-chain constraints, labor shortages and inflation could reduce customer demand, product shipments, royalties and cash flow.
  • The planned separation may be delayed, abandoned or fail to achieve expected operating, financing or tax benefits.
  • The company depends on renewals, enforcement and collection of royalty-bearing licenses. License expirations, customer payment difficulties, audits, most-favored-nation provisions and conversions of certain Semiconductor IP licenses to fully paid-up licenses could reduce revenue.
  • IP litigation remains material. Proceedings included patent cases involving Videotron, Bell, Telus and NVIDIA. The filing states that outcomes and potential losses generally could not be predicted or reasonably estimated.
  • The company had $789.8 million of floating-rate debt, $40.5 million of principal payable within twelve months, and estimated future interest payments of $153.6 million based on current rates.
  • Tax contingencies remain significant, including a South Korean withholding-tax refund receivable of $118.1 million, unrecognized tax benefits of $240.4 million and a deferred-tax valuation allowance of $294.9 million.
  • Other commitments included $79.7 million of fixed lease payments, $122.7 million of other purchase obligations and $15.4 million of inventory purchase commitments.

Most important facts for investors to verify

  • Whether the planned Product/IP Licensing separation was completed on the anticipated timetable and on the intended tax-efficient terms.
  • Underlying recurring IP Licensing revenue excluding the unusually large 2020 Comcast past-royalty contribution.
  • Progress in Product profitability, including the effects of supply-chain constraints, MobiTV integration and TiVo-related costs.
  • Debt repayment, refinancing terms, floating-rate exposure and compliance with leverage and restricted-payment covenants.
  • Realizability and timing of the South Korean tax refund, deferred-tax valuation allowance releases and unrecognized tax benefits.
  • Outcomes and potential financial exposure from pending patent litigation and future license renewals.
  • Goodwill and intangible-asset headroom, given the substantial amortization burden and sensitivity to forecast revenue, margins and discount rates.
