Cash from operations was $9.65; investing activities used $8.12; financing activities provided $86.81. The financing inflow chiefly reflected a $120.05 increase in deposits, partly offset by a $29.51 reduction in short-term borrowings. At quarter-end, borrowings included $12.17 of federal funds and repurchase agreements, $30.00 of FHLB term advances, and $20.00 of junior subordinated obligations; no FHLB overnight advances were outstanding.
Regulatory capital ratios remained above current well-capitalized thresholds: Arrow’s Tier 1 leverage, Tier 1 risk-based, and total risk-based ratios were 9.30%, 15.15%, and 16.34%, respectively. Management reported strong liquidity, including $82.3 of unused FHLB capacity, $269.5 available through Federal Reserve facilities, and $30.0 of correspondent-bank lines; none of the latter lines or the Federal Reserve facility was drawn at quarter-end.
Material changes versus Q1 2012
- Net income declined 2.0%, and diluted EPS fell one cent. Management attributed the decrease primarily to net interest margin compression: tax-equivalent net interest income fell 3.0% despite 4.2% growth in average earning assets.
- Interest and dividend income decreased 9.3%, while interest expense fell 36.6%. Average earning-asset yield declined 50 basis points to 3.60%; the cost of interest-bearing liabilities declined 35 basis points to 0.57%.
- Noninterest income increased 9.4%, led by fees for customer services, loan-sale gains, and insurance commissions. Noninterest expense increased 2.0%; the efficiency ratio rose to 61.90% from 60.97%.
- Net charge-offs increased to $0.80 from $0.23, including a $0.75 commercial loan charge-off that had been fully provisioned at year-end 2012. Nonperforming loans were $5.95, down from $6.11 a year earlier and $8.04 at year-end 2012.
- Deposits grew $120.05 from year-end, largely due to seasonal municipal balances. Loans declined $7.58 from year-end, reflecting repayments and mortgage-sale activity, partly offset by automobile lending.
Outlook, risks, and unusual items
- Outlook: No quantified earnings or revenue guidance was provided. Management expected margin pressure to persist, with asset yields potentially declining faster than deposit costs. It did not anticipate substantial near-term interest-rate increases, but noted possible short-term negative effects from modest increases.
- Credit: Management said portfolio quality remained strong but cautioned that net charge-offs could exceed the company’s recent historical range in 2013 because of the large commercial charge-off. A weaker economy could increase charge-offs, provisions, and asset-maintenance costs. Nonperforming assets were $7.14, or 0.34% of total assets.
- Interest-rate risk: Model simulations indicated net interest income would decline 2.20% under a 200-basis-point rate increase and 1.11% under a 100-basis-point decline in long-term rates, with no short-term rate decrease assumed because of near-zero rates. These are scenario estimates, not forecasts.
- Regulation: Proposed capital rules remained under review. Management stated Arrow would have met the proposed minimum ratios, but the final requirements and their effects were uncertain; potential changes included phasing out trust preferred securities from Tier 1 capital.
- Securities: Management characterized unrealized losses as temporary, citing no intent or expected requirement to sell before recovery and no identified deterioration in issuer creditworthiness. Securities gains contributed $0.32 after tax to Q1 2013 income.
- Capital returns: The company paid a $0.25-per-share quarterly dividend and repurchased $1.3 of stock during the quarter. The board declared another $0.25 dividend payable June 15, 2013.
- Legal and controls: Management reported no material pending legal proceedings and concluded disclosure controls were effective. The independent accountant’s interim review reported no material modifications needed; it was not an audit opinion.
Important facts for investors to verify
- Whether net interest margin stabilizes or further compression reduces earnings.
- The subsequent performance of the commercial credit behind the $0.75 charge-off and trends in net charge-offs, nonperforming loans, and allowance coverage.
- The persistence and concentration of municipal deposits, including seasonal movements and renewal risk.
- Final regulatory capital rules, especially treatment of the $20.0 of trust preferred obligations.
- Whether noninterest-income growth and expense trends support earnings as interest income declines.
- Changes in liquidity, securities valuations, and interest-rate exposure compared with the filing’s modeled scenarios.
