Material changes and management commentary
- Year-over-year margin pressure reflected lower loan and securities yields, reduced accretion on acquired non-credit-impaired loans, and a larger share of lower-yielding liquid assets. Lower deposit costs partly offset these factors. Q1 margin improved sequentially with PCI loan payoff gains, a shift toward loans, and lower funding costs.
- Non-interest expense increased 7.7% year over year, mainly due to personnel and occupancy costs associated with franchise expansion. Compared with Q4, total expense was nearly flat; Q4 included a $683,000 write-off of a core deposit intangible.
- Management attributed the absence of a loan-loss provision to limited loan growth and a lack of newly identified problem loans with estimated credit-loss exposure. Net charge-offs were $1.1 million, consistent with Q4.
- Management expects acquired non-PCI loan discount accretion to continue declining. It said available liquidity and funding sources should meet needs for the foreseeable future and did not anticipate significant near-term reliance on FHLB or Federal funds borrowing. No specific earnings or revenue guidance was provided.
Risks, contingencies, and unusual items
- Asset quality: Non-accrual loans rose to $14.4 million, or 1.40% of loans, from $12.0 million, or 1.16%, at year-end. Impaired loans rose to $41.7 million from $20.1 million; troubled debt restructurings (TDRs) increased to $29.3 million from $10.7 million. Management said newly identified problem loans were well collateralized. The allowance was $13.5 million, or 1.31% of loans, down from $14.6 million, or 1.42%, at year-end.
- Fourteen loans were modified as TDRs during the quarter, with post-modification recorded investment of $19.7 million. Five previously restructured loans with recorded investments of $830,000 subsequently defaulted and were charged off during Q1.
- Commitments: Off-balance-sheet loan commitments and standby letters of credit totaled $269.0 million. The related reserve was $538,000. Time deposits of $125.1 million were scheduled to mature over the next 12 months; management expected them to be replaced with new time deposits.
- Interest-rate and funding risks: Management described the Bank as slightly asset sensitive and said sensitivity had increased modestly. The low-rate environment, loan repricing, deposit flows, competition, and real estate conditions could affect results. FHLB capacity was $322.5 million, with $307.5 million available; other borrowing facilities were also available.
- Unusual items and other exposures: Gains on three PCI loan payoffs included $522,000 above recorded investment. A $38,000 loss was recorded on a securities sale. Management reported no investment securities as other-than-temporarily impaired. Ordinary-course litigation was not expected to have a material adverse effect, though Bancorp has a proportionate indemnification exposure related to Visa litigation. No material changes to previously disclosed risk factors were reported.
Important facts for investors to verify
- Whether the increase in impaired loans and TDRs, and the rise in non-accrual loans, lead to higher provisions or charge-offs in subsequent quarters.
- Whether the $13.5 million allowance remains adequate given the $41.7 million of impaired loans and the concentration of TDRs in certain borrower relationships.
- How quickly acquired-loan accretion declines and whether PCI payoff gains continue to support net interest income and margin.
- Whether deposit growth persists and the $125.1 million of scheduled time-deposit maturities are replaced on acceptable terms.
- Potential drawdowns on $269.0 million of commitments, and any material change in liquidity, collateral availability, capital ratios, or Visa-related litigation exposure.
