Fourth-quarter 2013 sales were $68.7 million, versus $34.3 million in the prior-year quarter. GAAP gross profit was $21.5 million and GAAP operating income was $3.7 million, compared with $11.2 million and $4.4 million, respectively, in fourth-quarter 2012. Fourth-quarter GAAP margins were affected by acquisition-related amortization, valuation adjustments, and legal reserves.

Management reported 2013 non-GAAP operating income of $25.8 million, or a 13.1% margin, compared with $17.0 million, or 12.6%, in 2012. Non-GAAP results excluded acquisition and integration costs, amortization and earn-out expenses, legal reserves, and Met-Pro valuation adjustments. These measures are supplemental and are not prepared under GAAP.

Material changes versus the prior comparable period

  • Sales increased 46.1%, primarily due to $68.1 million of revenue contributed by Adwest, Aarding, and Met-Pro. Organic performance was mixed.
  • Engineered Equipment Technology and Parts Group sales increased to $125.2 million from $88.7 million, while operating income increased to $18.7 million from $15.6 million.
  • Met-Pro contributed $30.5 million of sales and $1.4 million of operating income from its acquisition date through year-end.
  • Contracting/Services sales declined to $19.5 million from $25.5 million because of lower service activity and delayed or canceled jobs.
  • Backlog increased to approximately $98.5 million from $59.5 million; approximately $37.1 million of the 2013 backlog came from Aarding and Met-Pro.
  • GAAP operating income declined because of $7.2 million of acquisition and integration expenses, $6.8 million of amortization and earn-out expenses, and $3.5 million of legal reserves related to a union claim.
  • Goodwill increased to $132.2 million from $19.5 million and finite-life intangible assets increased to $46.8 million from $1.3 million, primarily from acquisitions.

Cash flow, debt, liquidity, and capital structure

  • Operating cash flow was $24.2 million. Investing cash flow used $105.6 million, including $104.4 million for acquisitions and $1.4 million for capital expenditures.
  • Financing activities provided $81.1 million, largely reflecting acquisition-related borrowings. Net cash decreased by $0.3 million during 2013.
  • Gross principal outstanding under the new senior secured credit facilities was approximately $85.8 million at December 31, 2013, with a weighted-average interest rate of 2.23% and $1.3 million of letters of credit outstanding.

  • The credit agreement requires a consolidated leverage ratio below 2.75 and fixed-charge coverage ratio above 1.25. CECO reported compliance with its debt covenants at year-end.
  • Debt is secured by substantially all company and subsidiary assets, and the facilities mature in 2018, subject to scheduled amortization.

  • The company stated that operating cash flow, cash on hand, and available borrowings should fund anticipated needs for at least the next twelve months, subject to future operating performance and covenant compliance.

Guidance, outlook, management commentary, risks, and unusual items

Management emphasized growth through acquisitions, global expansion, increased aftermarket activity, operational improvements, margin expansion, and increased presence in China and India. Demand is supported by increasingly stringent environmental regulations and worldwide industrialization, but customers may delay capital projects during weak economic conditions.

  • The business is seasonal: the fourth quarter is typically strongest and the first quarter typically weakest.
  • Most projects are fixed-price contracts, creating exposure to cost overruns, material and labor inflation, subcontractor performance, delays, liquidated damages, and contract-estimate revisions under percentage-of-completion accounting.
  • Acquisition integration, realization of expected synergies, expanded debt, earn-out obligations, and the ability to maintain financial covenants are significant considerations.
  • Goodwill and indefinite-lived intangible assets totaled approximately $150.6 million, or 43.2% of total assets. No impairment was recorded in 2013, but management noted that failure to achieve its operating plan could result in material non-cash impairment charges.
  • Asbestos-related litigation involving Met-Pro involved 173 pending cases at year-end. Management considered insurance coverage adequate and did not expect a material adverse impact, but acknowledged uncertainty regarding future claim volume, severity, and insurer coverage.
  • CECO recorded a $3.5 million reserve for settlement of a Sheet Metal Workers Local Union No. 80 claim. A $0.2 million reserve was recorded for a shareholder litigation settlement related to the Met-Pro acquisition, subject to court approval.
  • FKI faces a product-liability lawsuit involving alleged refractory defects and claimed damages of up to $75 million. No reserve had been recorded as of December 31, 2013.
  • The company had an underfunded pension position and estimated 2014 pension contributions of approximately $1.6 million, plus $21,000 for retiree healthcare.
  • The company reported effective disclosure controls and effective internal control over financial reporting; however, the assessment excluded Aarding because of the timing of its acquisition.

Most important facts for investors to verify

  • Whether Met-Pro and Aarding integration delivers the expected revenue synergies, cost savings, and margin improvement.
  • Progress toward converting the $98.5 million backlog into revenue and cash, including cancellation, delay, and contract-margin risks.
  • Debt repayment, leverage and fixed-charge coverage covenant compliance, interest-rate exposure, and available borrowing capacity.
  • The sustainability of reported non-GAAP operating margins after acquisition, amortization, earn-out, and integration costs subside.
  • Potential exposure from asbestos claims, the FKI product-liability case, union matters, and the Met-Pro shareholder settlement.
  • Future goodwill and intangible-asset impairment risk, particularly if the 2014 operating plan or acquisition assumptions are not achieved.
  • Working-capital requirements associated with percentage-of-completion contracts, retainage, billings, inventory, and customer credit quality.
  • The effect of the January 2014 segment reorganization on future comparability with the 2013 reporting structure.
