CSP INC quarterly report, Q1 FY2021

CSP Inc. Form 10-Q Summary

Reporting period: First quarter of fiscal 2021, the three months ended December 31, 2020. Financial statements are unaudited. Amounts below are in U.S. dollars; financial statement amounts are generally in millions unless stated otherwise.

Business context and results

CSPi develops and markets IT integration and security solutions, managed IT services, network adapters, and high-performance computer systems. It reports Technology Solutions (TS) and High Performance Products (HPP) segments.

Revenue, margins, and period-over-period changes

  • Revenue fell 32% (approximately $5.47 million). TS revenue declined about $5.99 million, or 38%, while HPP revenue grew about $0.52 million, or 49%.
  • TS product revenue decreased approximately $5.56 million, mainly from lower U.S. sales to several major customers. TS service revenue decreased about $0.43 million.
  • HPP growth reflected higher Multicomputer product sales and royalties, including royalties related to the E2D program.
  • Gross profit declined about $0.65 million despite the margin increase. Management attributed the improved consolidated margin primarily to HPP, whose margin rose to 61% from 49%; TS margin was 25%, compared with 22% as presented in the segment margin table.
  • Operating expenses declined approximately $0.52 million: lower SG&A, particularly TS payroll-related and variable compensation costs, more than offset higher engineering and development expense.
  • The 2019 comparative revenue and cost presentation was revised for an immaterial principal-versus-agent revenue-recognition error. The revision increased reported product and total sales by $0.34 million and $0.29 million, respectively, and increased product cost of sales by $0.29 million; gross profit and net loss were unchanged.

Cash, debt, and liquidity

  • Cash and cash equivalents were $19.93 million at December 31, 2020, up from $19.26 million at September 30, 2020. Cash from operations was $1.57 million; investing activities used $0.03 million and financing activities used $0.94 million.
  • Current assets were $41.94 million and current liabilities $11.95 million, yielding working capital of approximately $29.99 million and a current ratio of about 3.5.
  • Notes payable totaled $1.84 million, and line-of-credit borrowings were $0.80 million. The inventory credit line had $14.2 million available, and the company reported covenant compliance. The PPP loans were forgiven in November 2020.
  • Total liabilities were $21.79 million, including $7.09 million of pension and retirement-plan liabilities. Management said available cash, operating cash generation, and credit availability should meet working-capital and capital-expenditure needs for at least 12 months from the report date.

Outlook, commentary, and risks

  • Management attributed the significant revenue decline largely to COVID-19-related customer budget reductions and said pandemic uncertainty prevented a reasonable estimate of the duration or extent of further business impacts. Most employees continued to work remotely.
  • No specific revenue or earnings guidance was provided. Management’s stated liquidity outlook covers at least 12 months, subject to business conditions and the assumptions described in the filing.
  • Risks highlighted include reliance on a small number of customers, dependence on U.S. federal government contracts, certain single-source product components, competition, tax-law changes, and COVID-19 impacts. One customer represented 10% of quarterly revenue; another accounted for approximately 30% of accounts and long-term receivables at quarter-end.
  • Disclosure controls and procedures were deemed ineffective because management could not yet conclude that a material weakness in revenue-recognition controls had been remediated. The weakness involved determining whether CSPi acted as principal or agent. Enhanced transaction reviews were implemented, with further remediation planned during fiscal 2021.
  • The quarter’s foreign-exchange loss was $0.47 million. The tax provision was $0.11 million, including a discrete effect from changes in the treatment and valuation of deferred tax assets associated with PPP-related expenses.

Important facts for investors to verify

  • Whether TS revenue and customer demand recover from the sharp year-over-year decline, and whether HPP growth and margins can be sustained.
  • How much future reported earnings depend on nonrecurring items such as PPP loan forgiveness.
  • Progress in remediating the revenue-recognition material weakness and whether disclosure controls are subsequently deemed effective.
  • Exposure to concentrated customers, including the customer representing about 30% of receivables, and the collectability and timing of extended-term receivables.
  • COVID-19 effects, credit-line availability and covenant compliance, and the assumptions supporting management’s 12-month liquidity assessment.
