Material changes, outlook and unusual items

  • Pre-tax income included a $6.6 million gain from additional consideration received in connection with the Shred-it partnership and a $21.7 million gain on the sale of stock in an equity-method investment. These items materially benefited reported earnings.
  • The Shred-it transaction changed the revenue base and segment presentation; prior-year comparisons include shredding revenue and results that are not included in current-year consolidated revenue.
  • The document imaging and retention business was classified as discontinued operations. It generated $20.8 million of revenue and $0.3 million of net income in the quarter. Cintas subsequently sold its UK document imaging and retention business on October 7, 2014 and did not expect a material financial impact.
  • Cintas repurchased approximately 0.8 million shares under its $500.0 million authorization during the quarter. Approximately $250.8 million remained available under the authorization at August 31, 2014.
  • No specific quantitative revenue or earnings guidance was provided. Management stated that operating cash flow, existing liquidity facilities and access to debt markets should be adequate for operations, expansion and other cash requirements.
  • Management identified growth opportunities through customer penetration, broader customer acquisition, geographic expansion, acquisitions and continued development of existing services.

Risks, contingencies and controls

  • Key risks include integration and synergy realization at the Shred-it partnership, strategic disposition of the document imaging and retention business, labor and material cost inflation, lower sales volumes, customer losses, acquisition execution, regulatory compliance, cybersecurity or systems disruptions, foreign exchange movements, tax-law changes and litigation.
  • The Serrano employment-discrimination litigation remains pending. An adverse resolution could result in material liability, but any potential liability was not determinable at the filing date.
  • Cintas is subject to tax audits in foreign jurisdictions and certain domestic states. Management stated that unrecognized tax benefits were reasonably unlikely to change during fiscal 2015, although the filing does not provide assurance that no liability will arise.
  • The company has exposure to interest rates and foreign currency, particularly the Canadian dollar. Management reported no material change in interest-rate market risk from the prior Form 10-K.
  • Management concluded that disclosure controls and procedures were effective as of August 31, 2014, with no material changes to internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Separate recurring operating performance from the $28.4 million of reported pre-tax gains related to the Shred-it transaction and equity investment sale.
  • Reconcile reported revenue growth with 7.2% organic growth and the 7.2-percentage-point reduction caused by shredding deconsolidation.
  • Monitor Rental Uniforms and Ancillary Products execution, capital intensity and margin sustainability following the 250-basis-point gross-margin improvement.
  • Assess the financial and operational outcome of the discontinued document imaging and retention business sale.
  • Review the $1.3 billion debt balance, covenant requirements, refinancing maturities from 2016 to 2036, credit ratings and access to commercial paper markets.
  • Track the pending Serrano litigation and any developments in tax audits or other legal and regulatory matters.
