Interest income declined 3.0% year over year, while interest expense fell 37.7%, reflecting lower deposit costs and reduced borrowings. The fully taxable-equivalent net interest margin was 4.41%; average earning assets declined 1.2% from Q4 2011. Noninterest expense was $8.517, up 3.1% year over year. The effective tax rate was 27.40%.

Cash flow, debt and liquidity

  • Cash and cash equivalents ended the quarter at $52.258, down $4.557 during the quarter. Investing activities provided $6.339; financing activities used $14.303, including $10.161 of long-term borrowing repayments and $1.936 of dividends paid.
  • Short- and long-term borrowings totaled $119.232 at March 31, down from $130.313 at year-end. Available credit facilities were $366.382, in addition to $30.202 outstanding with the Federal Home Loan Bank.
  • Management reported $33.236 of overnight interest-bearing deposits and $237.602 of available-for-sale securities not required for pledging or repurchase agreements, and said it believed liquidity was adequate to meet obligations.
  • Capital ratios were well above regulatory minimums: consolidated total capital to risk-weighted assets was 22.01%, and C&N Bank’s was 20.45%. Management expected capital to remain above well-capitalized standards.

Material changes and credit quality

  • Net income rose only slightly year over year, while it declined sequentially from Q4 2011. The year-over-year comparison reflects a $0.948 limited-partnership impairment recorded in Q1 2011 and $1.839 of net securities gains in Q1 2011; Q1 2012 instead had a $0.002 net securities loss.
  • Q1 2012 net interest income benefited from $0.457 of accretion income on a previously impaired trust-preferred security. The security matured in May 2012; management estimated a further $0.398 of accretion in Q2, with none thereafter, assuming it was held to maturity.
  • Loans declined $10.727 from year-end, which management attributed in part to prepayments and refinancing alongside modest new-loan demand. Total deposits declined $1.405.
  • The allowance for loan losses declined to $7.370 from $7.705; the quarter included a $0.182 credit to provision. Net charge-offs were $0.153. Nonaccrual loans were $6.961, total impaired loans were $6.977, and nonperforming assets were $9.190, or 0.70% of assets.
  • Residential mortgages represented 56.3% of loans and commercial loans 42.0%. Management noted geographic concentration in its Pennsylvania and New York markets and sensitivity to local economic and real-estate conditions.

Outlook, risks and unusual items

  • The filing provides no specific full-year earnings guidance and cautions that Q1 results may not indicate full-year results. Management expected regulatory capital levels to remain above well-capitalized thresholds and said capital expenditures were not expected to materially harm financial condition.
  • Management cited risks including interest-rate and economic changes, regulation, competition, technology costs, and demand for loans, deposits and other financial services. The interest-rate simulation showed modeled net interest income declines of 16.5% under an immediate 400-basis-point rate increase and 7.7% under a 400-basis-point decrease; management said modeled results were within policy limits. Actual results may differ materially from model estimates.
  • Fair values for pooled trust-preferred securities rely on Level 3 discounted-cash-flow estimates and sensitive assumptions about defaults, deferrals and liquidity. The company held $5.420 of these securities at fair value; it reported no Q1 2012 OTTI on pooled trust-preferred holdings. A separate $0.067 impairment was recorded on a bank stock.
  • One Q1 commercial loan restructuring was classified as a troubled debt restructuring. A previously modified $0.466 commercial-loan balance ceased to be classified as a TDR after its forbearance agreement expired; it remained nonaccrual. Management said pending legal proceedings were not expected to materially affect results, and reported no material change in previously disclosed risk factors.
  • Disclosure controls were judged effective, with no significant change in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Whether net interest margin and earnings can be sustained after the expected final trust-preferred accretion benefit in Q2.
  • Trends in loan demand, deposit funding costs, nonaccrual loans, TDRs, charge-offs and the adequacy of the loan-loss allowance.
  • The assumptions and sensitivity underlying Level 3 trust-preferred valuations, and the credit condition of the underlying issuers.
  • Whether liquidity, capital ratios and dividend capacity remain strong under changing interest rates and local economic conditions.
