  • Net premiums written rose 9.3%; commercial lines grew 16.5% and personal lines 5.4%. Growth reflected new commercial business, rate increases and a reduction in MICO’s third-party quota-share reinsurance from 50% to 40%.
  • Underwriting improved substantially, but remained loss-making on a GAAP basis: underwriting loss was $7.4 million versus $45.8 million in 2011. Statutory underwriting loss was $13.0 million; commercial lines earned $5.3 million while personal lines lost $18.2 million.
  • The loss ratio improved to 70.1% from 78.9%, while the expense ratio edged down to 31.2% from 31.4%. The statutory combined ratio below 100% indicates overall statutory underwriting profitability.
  • Net investment income slipped to $20.2 million from $20.9 million; average yield declined to 2.5% from 2.8%. Realized investment gains fell to $6.9 million from $12.3 million; 2011 included $8.0 million from planned equity-security sales.
  • Cash from operations was $25.0 million. Cash was $19.8 million and total investments were $806.4 million at year-end. Investment holdings were predominantly fixed maturities; 99% of debt securities were investment grade.
  • Year-end debt included $52.0 million drawn on a $60.0 million revolving credit facility and $20.5 million of subordinated debentures. After year-end, the company prepaid $15.465 million of debentures in January and February 2013; an Atlantic States FHLB advance and intercompany loan funded the prepayment.
  • Book value per share increased 4.1% to $15.63; return on average equity was 5.9%, compared with 0.1%. Annual dividends were $0.49 per Class A share and $0.44 per Class B share.

Changes, outlook and risks

  • Fourth quarter: Net income was $6.2 million, compared with a $0.9 million loss in Q4 2011. Net premiums earned were $121.8 million versus $114.2 million.
  • The 2012 improvement was supported by lower weather-related homeowners losses and improved commercial automobile and commercial multi-peril experience. The company nevertheless recorded $7.6 million of unfavorable prior-year reserve development, mainly from higher-than-expected private passenger auto liability and workers’ compensation severity. In 2011, development was immaterial.
  • Management said its underwriting discipline and strategy positioned the company well for 2013 and beyond, but provided no quantified earnings, premium-growth or combined-ratio guidance. It identified market cyclicality and competitive pricing as difficult to predict.
  • Key risks include reserve uncertainty and rising claim severity, catastrophe exposure concentrated in Pennsylvania, Michigan, Maryland and Virginia, reinsurance availability and collectability, low interest rates and investment-market risk, dependence on independent agents, and regulatory limits on subsidiary dividends. A 1% change in net loss reserves would affect pretax results by approximately $2.5 million.
  • Related-party arrangements are significant: Donegal Mutual supplies services and participates in reinsurance and pooling arrangements; service charges were $78.8 million in 2012. Its control creates potential conflicts of interest. Routine litigation was not expected to have a material adverse effect.
  • Unusual items include a $1.8 million immaterial prior-period reclassification from accumulated other comprehensive income to retained earnings. No investment impairment losses were recorded in 2012. The company reported effective disclosure controls and internal control over financial reporting, with unqualified audit opinions.

Investor facts to verify

  • Whether the lower loss ratio and near-breakeven combined ratio persist, especially in personal auto and homeowners, and whether pricing keeps pace with claims severity.
  • Reserve adequacy and subsequent development, including the workers’ compensation and auto liability lines and sensitivity disclosed by management.
  • Actual debt and interest costs after the post-year-end debenture prepayments and FHLB borrowing, as well as compliance with credit-facility covenants.
  • Reinsurance recoverability and catastrophe protection, including exposure to Michigan’s MCCA and the financial condition of reinsurers.
  • The effect of Donegal Mutual’s voting control, shared services, pooling and other related-party transactions on public shareholders.
  • Whether DFSC/UCB earnings continue to contribute and how the bank’s loan quality, deposit trends and regulatory capital develop.
