Fourth-quarter results
For the quarter ended September 30, 2011, revenue was $51.8 million, gross profit $27.5 million and net income $2.8 million; diluted EPS was $0.11. In the comparable FY2010 quarter, revenue was $47.3 million, gross profit $24.0 million, net income $2.2 million and diluted EPS $0.09.
Changes versus prior year
- Annual revenue rose 11.8%, primarily from higher unit volumes in wireless products and increased sales of modules, cellular products, engineering design services, serial servers, chips and iDigi services. Management reported no material pricing change.
- Wireless revenue increased 27.6% to $84.7 million and represented 41.5% of sales, up from 36.3%. Embedded revenue grew 16.2% to $95.7 million; non-embedded revenue grew 8.3% to $108.5 million.
- Gross margin expanded 1.7 percentage points, which management attributed to product-cost reductions, purchasing and manufacturing efficiencies, favorable mix and lower technology amortization.
- Operating expenses increased 8.9% to $89.6 million, mainly because of compensation costs, higher headcount and iDigi investment. They declined as a share of sales, to 43.9% from 45.0%.
- Effective tax rate increased to 33.3% from 15.0%, in part because FY2010 included larger discrete tax benefits. FY2011 net income also included a $0.7 million discrete tax benefit.
- Backlog grew to $36.4 million from $26.8 million, primarily due to increased wireless customer orders; the filing cautions backlog is not necessarily indicative of future sales.
Outlook, risks and unusual items
- Thailand flooding: A contract manufacturer near Bangkok was affected after year-end. Digi estimated a $2–$6 million revenue reduction and approximately two-percentage-point gross-margin reduction in FY2012’s first quarter. For FY2012, it expected minimal revenue impact, approximately one percentage point of gross-margin impact and about $0.07 lower diluted EPS. Management cautioned that the situation was evolving and actual effects could differ.
- Strategy and investment: Management plans to grow wireless M2M offerings, expand iDigi and software applications, pursue end-to-end solutions, focus on four target verticals and develop strategic partnerships. More R&D spending may be directed to software and cloud services relative to their current sales contribution. The company reported more than 3,500 companies using iDigi Device Cloud at FY2011 year-end.
- Manufacturing restructuring: Digi consolidated Breisach, Germany manufacturing and production-control functions with its Minnesota facility. It expected total pre-tax charges of $0.6 million, of which $0.2 million was recorded in FY2011, with the remainder expected in FY2012.
- Litigation: A patent case settled in October 2011 for $0.2 million, recorded in FY2011. A separate MOSAID matter resulted in a royalty-bearing license for future sales; management did not expect a material financial-statement impact. A SIPCO patent case remained unresolved, with outcome and loss range not estimable. The IPO-related settlement remained subject to an appeal; the company accrued $0.3 million and recorded a $0.05 million insurance receivable.
- Principal risks: Rapid technological change and competition; execution and monetization of cloud services; long and variable sales cycles; reliance on contract manufacturers and some single-source suppliers; natural-disaster and supply-chain disruption; foreign currency exposure; and possible investment-security, tax, intellectual-property and goodwill impairments.
- Digi reported no formal foreign-currency hedging program, though it used natural hedging. A 10% exchange-rate change was estimated to affect annual sales by about 1.4% and stockholders’ equity by about 2.0%. No customer represented more than 10% of annual sales.
Most important facts for investors to verify
- Whether FY2012 sales, margins and diluted EPS track management’s Thailand-flooding estimates, and how quickly affected production is restored or shifted.
- Whether wireless and embedded growth continues, and whether iDigi and related services generate meaningful recurring revenue relative to development and sales investment.
- Whether the reported margin gains persist after cost reductions and lower technology amortization, and how restructuring affects operating costs.
- The resolution and financial exposure of the SIPCO litigation, the final costs and royalties from patent settlements, and any changes to the IPO litigation accrual or insurance recovery.
- Cash generation, marketable-security quality and liquidity, as well as the utilization of deferred tax assets and uncertain tax-position reserves.
The independent auditor gave an unqualified opinion on the financial statements and internal control over financial reporting; management also concluded disclosure controls and internal controls were effective as of September 30, 2011.
