Nonperforming loans were $8.23 million, or 1.40% of loans, down from $11.01 million and 1.93%. Net charge-offs were $2.92 million, 0.52% of average loans. The allowance was $7.63 million, or 1.30% of loans.
Changes versus the prior year
- Net income rose 7.7% and diluted EPS increased from $0.50 to $0.53. Fourth-quarter net income was $2.64 million versus $3.04 million in Q4 2011; quarterly EPS was $0.14 versus $0.16.
- Net interest income increased modestly, but the taxable-equivalent margin declined 25 basis points as asset yields fell and loans made up a smaller share of earning assets. Lower funding costs reduced interest expense by 20.7%.
- Provision expense declined substantially, reflecting improved delinquencies, nonperforming loans and classified-credit measures. The allowance methodology changed from an eight-quarter to a twelve-quarter historical loss period.
- Noninterest expense increased 6.0%, led by salaries and benefits, health insurance, occupancy and equipment, professional fees, and taxes. The efficiency ratio consequently worsened.
- Loans increased 2.6%, with commercial loans up 29.7%; residential mortgage balances declined 6.5%, partly because originated loans were sold. Deposits rose 9.4% while total assets grew 6.7%.
- Available-for-sale securities increased to $464.09 million from $400.03 million. Securities gains declined to $1.06 million from $1.80 million; the Company sold $91.2 million of securities and reinvested to adjust portfolio composition.
Outlook, risks and unusual items
- The filing provides no quantified earnings or revenue guidance. Management said it would continue to manage asset and liability pricing, pursue core-deposit growth, diversify revenue, and control expenses.
- Key exposures include local economic conditions, real-estate concentration, commercial lending, indirect auto lending, loan-loss estimation, interest-rate changes, competition, and evolving regulation. About 60.8% of loans were commercial or residential real-estate loans.
- Interest-rate simulations showed a 100-basis-point rate decline would reduce modeled net interest income by 3.4% and net present value of equity by 16.8%; the latter exceeded the Company’s 10% policy guideline. Management said it did not consider a 100-basis-point decline realistic in the prevailing rate environment.
- Unusual items included $1.1 million of securities gains, $598,000 of gains on loan sales, and no 2012 FHLB prepayment penalty (versus $1.2 million in 2011). Salary and benefit expense rose partly due to staffing for mortgage operations and a $561,000 increase in health-insurance costs.
- Troubled debt restructurings totaled $7.64 million at year-end, up from $4.28 million. Management did not expect pending or threatened legal matters, individually or collectively, to materially affect results or equity, while acknowledging an unfavorable resolution could be material in a particular future period.
- The Company reported effective disclosure controls and internal control over financial reporting; the auditor issued unqualified opinions on the financial statements and internal controls.
Important facts for investors to verify
- Whether the lower loan-loss provision and improved nonperforming-loan ratio are sustainable, particularly given the reduced allowance balance and rising troubled restructurings.
- Whether margin pressure continues as asset yields decline, and the impact of rate changes on earnings and economic value of equity.
- Whether loan growth, especially commercial lending, can be maintained without worsening credit quality or increasing geographic and real-estate concentration.
- Whether higher operating costs—especially employee benefits and expansion-related expenses—can be contained and the efficiency ratio improved.
- Capacity for dividends and the share-repurchase authorization: the Company paid $0.18 per share in 2012 and repurchased 7,221 shares under a program authorizing up to 920,000 shares through September 27, 2013.
- Regulatory capital, deposit funding and liquidity remain adequate as rules evolve and unlimited FDIC coverage for noninterest-bearing transaction accounts expires.
