Material changes versus comparable periods
- Q2 net income improved modestly, while first-half net income declined. Lower loan yields and smaller average loan balances reduced interest income; lower deposit and borrowing costs partly offset the decline.
- Q2 noninterest income benefited from a $741,000 favorable lawsuit settlement, reflected in the filing’s discussion of gains on foreclosed real estate. The income statement reports $728,000 of foreclosed-real-estate gains for the quarter. This unusual item is not a recurring operating trend.
- Average loan balances fell year over year, while average securities balances increased. Period-end securities rose 11.8% from year-end 2010 to $179.4 million; loans fell 2.9% to $406.1 million.
- Nonperforming loans declined to $20.4 million from $24.1 million at year-end 2010; their share of loans eased to 5.02% from 5.77%. Foreclosed real estate decreased to $1.3 million from $3.3 million.
- First-half net charge-offs increased to $3.0 million from $1.6 million a year earlier. The allowance-to-nonperforming-loans coverage ratio was 39.9%.
- Dividends declared were $0.15 per share for Q2, versus $0.21 a year earlier. Dividend declarations and Bank-to-parent distributions remained subject to prior regulatory approvals.
Outlook, risks, contingencies and unusual items
The filing provides no specific earnings or financial guidance. Management described economic and local market conditions as challenging, citing weak growth, high unemployment, real-estate-market pressure and constrained financial markets. It warned that further deterioration could increase delinquencies, foreclosures and credit losses, reduce collateral values and deposits, weaken liquidity, and lower demand for banking services. The loan portfolio is concentrated in real estate, and $11.9 million of commercial real-estate participation loans was nonaccrual and classified substandard; $10.3 million of that amount was outside the primary lending area. Management noted that actual cash flows, collateral values or guarantees differing from estimates could require further loan-loss provisions.
Six troubled debt restructurings totaled $13.9 million; all were impaired and nonaccrual except one. Four pooled trust-preferred securities had $264,000 of recognized other-than-temporary impairment and approximately $3.57 million of unrealized losses; three securities with a $3.9 million cost basis were in “payment in kind” status. The Bancorp also disclosed two lawsuits relating to alleged fraudulent transfers tied to $10 million of loan participations in First United Funding. Plaintiffs seek approximately $1.94 million in interest and fees from the Bank, in addition to other relief. The Bank disputed the claims and stated that it intended to defend itself; outcomes are uncertain.
Other risks include changing financial regulation, including implementation of the Dodd-Frank Act; sensitivity to interest rates and funding markets; and reliance on management estimates for loan-loss allowances, collateral valuations, securities impairment and contingencies. Management said disclosure controls were effective as of June 30, 2011, with no material change in internal control over financial reporting identified during the quarter.
Most important facts for investors to verify
- Whether the $741,000 settlement benefit and other nonrecurring items materially overstate the sustainability of quarterly earnings.
- Developments in the First United Funding litigation, including potential exposure beyond the approximately $1.94 million claim for interest and fees.
- Credit performance and collateral appraisals for the $11.9 million nonaccrual participation loans, the $13.9 million of troubled debt restructurings, and the broader real-estate portfolio.
- Whether the $8.1 million loan-loss allowance remains adequate given first-half net charge-offs of $3.0 million and the 39.9% coverage ratio.
- Trust-preferred securities’ payment-in-kind status, impairment assumptions and regulatory-capital impact; management reported approximately $32.1 million of risk-weighted assets arising from these holdings.
- Regulatory restrictions on dividends and the impact of future regulatory changes, deposit trends, interest-rate movements and local real-estate conditions on liquidity, margins and capital.
