Material changes versus Q1 2023
- Revenue growth was driven by services, while product revenue declined. Management attributed the hardware weakness to prior-period backlog drawdown, customer digestion of earlier orders, lower net prices on certain products and macroeconomic conditions.
- Gross margin expanded 1.9 percentage points, mainly from the higher service mix and improved service margin. Product gross margin fell 6.0 points to 55.3%, including the impact of inventory-related reserves and price reductions; service gross margin rose 2.1 points to 87.1%.
- Operating expenses increased 7% to $727.4 million; research and development rose 14% and sales and marketing rose 5%. Operating margin improved to 23.7%.
- Operating cash flow increased 23%, while free cash flow declined as property and equipment purchases rose to $221.9 million from $30.3 million. The quarter included $207.1 million of California real estate purchases.
- Billings fell 6%, and the change in deferred revenue was $54.9 million versus $240.6 million in Q1 2023.
- Net loss from equity-method investments improved to $6.6 million from $22.1 million, primarily reflecting improved Linksys results and related basis-difference amortization.
Outlook, risks and unusual items
- Management expects product revenue growth rates to remain affected during the rest of 2024 by earlier backlog drawdown and pricing actions. Service revenue is expected to grow, but at easing growth rates.
- Fortinet expects research and development, sales and marketing, and general and administrative expenses to increase in absolute dollars year over year during the remainder of 2024. Estimated 2024 capital expenditures are approximately $350–$400 million.
- Management believes cash, cash equivalents and investments, together with operating cash flow, will meet anticipated cash needs for at least the next 12 months. It does not currently intend to retire the Senior Notes early.
- Inventory purchase commitments were $629.7 million, including $575.4 million for 2024. The related accrued liability rose to $115.0 million from $84.7 million. Q1 included $18.1 million of inventory write-downs and $31.6 million of expense related to excess purchase commitments.
- Fortinet evaluated its $35.8 million Linksys investment for other-than-temporary impairment due to operating-loss indicators and recorded no additional impairment in Q1; future impairment remains possible.
- Alorica litigation trial is set for September 2024; no loss accrual was recorded. Management says it is unaware of other existing claims likely to materially affect financial position, but litigation outcomes are uncertain.
- Key risks include macroeconomic and geopolitical uncertainty, intense competition and pricing pressure, supply-chain and inventory commitments, reliance on channel partners and concentrated distributor exposure, cybersecurity vulnerabilities, and execution of cloud, SASE and SecOps growth plans. Three distributors represented 59% of Q1 revenue; six represented 67% of net accounts receivable, with the largest at 28%.
- No shares were repurchased in Q1. The repurchase authorization was extended to February 28, 2025, with $1.03 billion remaining. The CFO disclosed a Rule 10b5-1 plan providing for potential sales of up to 163,170 shares, subject to its terms.
Investor verification priorities
- Track whether product revenue and billings stabilize as backlog effects and customer inventory digestion continue to normalize.
- Monitor service revenue, deferred revenue and remaining performance obligations against management’s expectation of slower service growth later in 2024.
- Assess product-margin recovery, including the effects of price changes, inventory write-downs and purchase-commitment reserves.
- Review capital spending, real estate investments and free cash flow relative to the $350–$400 million 2024 capex estimate.
- Follow distributor concentration and collection exposure, the $629.7 million inventory commitments, and any changes in the Linksys impairment assessment or Alorica litigation.
