Revenue declined 4% year over year. Product revenue was $110.4 million and service revenue was $17.4 million. Gross margin fell five percentage points, which management attributed mainly to lower revenue and product mix, including increased sales of lower-margin edge products. Operating expenses were $62.3 million, slightly higher than the prior-year $61.9 million. Operating margin was approximately negative 6.8%, versus approximately negative 0.1%; net margin was approximately negative 5.9%, versus approximately positive 0.4%.
By product line, video processing revenue decreased 17% to $52.7 million; production and playout was roughly flat at $20.9 million; edge and access increased 18% to $36.8 million; and service and support rose 2% to $17.4 million. U.S. revenue grew 3% to $60.9 million, while international revenue fell 9% to $66.9 million. International revenue was 52% of the total, compared with 56% a year earlier.
Financial position, cash flow and debt
- At March 30, 2012, cash and cash equivalents were $81.0 million and short-term investments were $87.4 million. Current assets totaled $394.5 million versus current liabilities of $107.2 million.
- Total liabilities were $165.9 million; the filing reports no outstanding borrowings on the $10 million bank credit line. The facility matures August 25, 2012. Harmonic reported covenant compliance and a 3.92:1 covenant ratio against a 1.75:1 minimum.
- Operating cash flow was positive $8.0 million, compared with cash use of $7.7 million a year earlier. Management cited noncash charges and lower inventory; cash was also used for accounts payable and accrued liabilities.
- Investing activities used $20.5 million, including $36.7 million of investment purchases and $3.7 million of capital expenditures, partly offset by investment maturities and sales. Financing provided $2.5 million, principally from employee and director stock plans. Cash and cash equivalents declined $10.0 million to $81.0 million.
- Management expected remaining-2012 capital expenditures of $11 million to $16 million. The filing states existing liquidity was expected to cover planned needs for at least 12 months, while noting that market conditions could affect access to investment funds.
Material changes and management commentary
- The revenue decline reflected weaker demand for video processing, particularly in Europe, the Middle East and Africa, partly offset by stronger U.S. edge and access sales. Management said reduced European market activity could continue into Q2 2012 and possibly beyond; no specific revenue or earnings guidance was provided.
- Research and development expense rose 6% to $27.8 million, primarily from engineering compensation and development materials. Selling, general and administrative expense fell 4% to $32.3 million, mainly due to lower stock-based compensation.
- Ten largest customers accounted for approximately 40% of quarterly revenue, versus 35% a year earlier; Comcast contributed 10%, versus 11%. Management noted seasonal purchasing patterns, large late-quarter transactions and relatively fixed short-term expenses can produce significant quarterly volatility.
- In April 2012, after quarter-end, the Board authorized repurchases of up to $25 million of common stock over 18 months, subject to market and other conditions and funded from working capital.
- The company received $0.8 million from the Omneon acquisition escrow for previously expensed legal and tax costs; the indemnification period ended March 15, 2012. Remaining escrow was distributed to former Omneon holders.
Risks, contingencies and unusual items
- Major risks include customer concentration and industry capital-spending cycles; continued weakness in Europe; competition and pricing pressure; product development and standards adoption; reliance on limited suppliers and contract manufacturers; and foreign-exchange exposure.
- Harmonic had approximately $24 million of non-cancelable purchase commitments. Future minimum operating lease payments totaled $59.4 million. Standby letters of credit and guarantees had a maximum potential payment of $1.1 million.
- In the Avid Technology patent case concerning Omneon Media Grid, Avid seeks injunctive relief and damages; Harmonic said it could not predict the outcome. In the Interkey contract case, plaintiffs seek approximately $1.7 million; Harmonic considered the claims without merit and had not recorded a provision because it did not believe a loss was probable.
- Gross unrecognized tax benefits, including interest and penalties, were approximately $52.6 million. The IRS was auditing tax years 2007–2009, and an Israeli subsidiary was under tax audit for 2007–2010. Management anticipated a $2.8 million decrease in unrecognized benefits over the next 12 months from statute expirations, subject to potential tax-authority challenges.
- Harmonic reported no off-balance-sheet arrangements. Its investment portfolio had insignificant unrealized losses and no material individual available-for-sale securities in a loss position; management cautioned that adverse market conditions could affect liquidity or investment values.
