Changes versus prior year

  • Revenue declined 3.4% year over year, following 29.8% growth in 2011. Video processing revenue fell 7.3%, production and playout fell 8.7%, and edge and access fell 2.3%; service and support rose 14.1% to $82.1 million.
  • U.S. revenue fell 5.9% to $230.3 million; international revenue fell 1.4% to $300.1 million. Europe weakened, while Asia-Pacific demand increased.
  • Gross margin fell 1.7 percentage points, attributed primarily to product mix and competitive pricing. R&D expense increased 3.4% to $106.2 million; SG&A was essentially flat at $130.9 million.
  • Operating cash flow improved by $25.6 million, aided by improved receivables collection and lower inventory. Cash and short-term investments increased to $201.2 million from $161.8 million.

Outlook, risks and notable items

  • Management expected 2013 capital spending by many international customers to remain at 2012 levels or increase, while U.S. customer spending might remain flat; it expected R&D expense to remain relatively flat. These are expectations, not quantified revenue or earnings guidance.
  • Management cited weak European conditions and global economic uncertainty as threats to customer capital spending. Other key risks include intense competition and pricing pressure, customer concentration (Comcast represented 12% of 2012 revenue), international exposure, and dependence on contract manufacturers and sole- or limited-source suppliers.
  • Patent cases brought by Avid concerning MediaGrid and Spectrum, and by FastVDO concerning products using H.264, remained unresolved; the company said it could not predict outcomes. Potential indemnification exposure and U.S. and Israeli tax audits are additional contingencies. Unrecognized tax benefits totaled $52.1 million.
  • After year-end, Harmonic agreed to sell its cable access HFC business to Aurora Networks for $46 million in cash. The transaction was scheduled to close in March 2013 but remained subject to closing; the business generated about $53 million, or 10% of FY 2012 revenue. The company also expanded its stock repurchase authorization after year-end.
  • The 2012 annual goodwill test found no impairment; estimated fair value exceeded carrying value by about 21%. The Federal R&D tax credit was extended in January 2013, and the company estimated a $2.5 million 2012 tax benefit for recognition in Q1 2013.

Important facts for investors to verify

  • Whether the HFC business sale closed, its final proceeds and discontinued-operations treatment, and the resulting effect on future revenue, costs and cash flow.
  • Whether the revenue decline and margin pressure continued, especially in video processing and production and playout.
  • Cash generation and investment liquidity, including the effect of the expanded buyback program on cash reserves.
  • Developments in the Avid and FastVDO litigation, customer indemnification claims, and U.S. and Israeli tax audits.
  • Whether international customer spending and the company’s expected 2013 R&D spending tracked management’s stated outlook.
