  • Total revenue fell 20% year over year, principally due to lower past patent royalties. Recurring revenue rose 4%, with contributions from technology solutions and the LG license.
  • Past-sales revenue included $34.5 million from the LG agreement, $70.7 million recognized from an expired licensee prepayment, and revenue associated with the Microsoft settlement.
  • Operating margin was approximately 56.6%, versus 65.7% in 2016; net income attributable to InterDigital was approximately 32.7% of revenue, versus 46.4%. Lower revenue and a higher effective tax rate weighed on earnings.

  • Operating cash flow declined 27%, mainly reflecting $210.9 million less in cash receipts. Patent licensing and technology-solutions cash receipts totaled $509.1 million.
  • Year-end debt was $316.0 million in principal, carried at $285.1 million after unamortized discount and financing costs. The 1.50% convertible notes mature in March 2020. The filing reports no current portion at year-end.
  • Fourth-quarter 2017 revenue was $205.3 million; net income attributable to common shareholders was $52.5 million, or $1.48 diluted EPS.

Material changes and notable items

  • Revenue decreased from 2016’s unusually high past-royalty contribution. Current patent royalties were nearly flat at $349.5 million versus $345.7 million; current technology-solutions revenue increased to $20.6 million from $10.5 million.
  • Apple, Huawei, Samsung and BlackBerry contributed approximately 21%, 14%, 13% and 13% of 2017 revenue, respectively. Together they represented about 61%, underscoring customer concentration.
  • The multi-year LG patent license signed in the fourth quarter covers 3G, 4G and 5G terminal products. InterDigital recognized $42.4 million under the agreement in 2017, including $34.5 million of past royalties; part of the consideration was patents.
  • The 2017 income-tax provision included a provisional $42.6 million charge from remeasuring deferred tax assets and liabilities following U.S. tax reform. The reported effective tax rate was approximately 41.6%, compared with 27.7% in 2016.
  • InterDigital adopted ASC 606 on January 1, 2018, using the modified retrospective method. Its preliminary estimate was a $161.3 million reduction to retained earnings and a decrease in deferred revenue from $616.8 million to approximately $399.0 million. The standard changes recognition for static fixed-fee licenses and moves per-unit royalties to the period of licensee sales, requiring estimates and later true-ups.

Outlook, risks and contingencies

  • Management said available liquidity and expected operating cash flows should fund operations, capital needs, debt obligations, the repurchase program and dividends for the next 12 months. No specific revenue or earnings guidance was provided.
  • Management expected a significant portion of income to qualify for the 13.125% FDII tax rate, while noting that tax accounting remained provisional and other tax-law effects were still under review.
  • Huawei’s license was scheduled to expire at year-end 2018 and accounted for $68.0 million, or approximately 18%, of 2017 recurring revenue. The company stated that it would recognize no 2018 revenue under this existing agreement after ASC 606 adoption because it is a static fixed-fee agreement. Three agreements scheduled to expire in 2018 represented $88.0 million, or approximately 24%, of 2017 recurring revenue.
  • BlackBerry’s patent license expired at the end of 2017; InterDigital recognized $70.7 million of past royalties from an expired-license prepayment in 2017. Renewal or replacement terms are not assured.
  • Material business risks include dependence on a small number of licensees; challenges in negotiating and renewing licenses; royalty-rate, FRAND and antitrust disputes; patent validity, infringement and enforcement outcomes; competition and changing wireless standards; and uncertainty around commercializing IoT and other technology offerings.
  • Litigation remained significant. ZTE proceedings in China and a U.S. patent case remained pending; the company recorded no accrual for the China contingent losses because it considered loss reasonably possible but not probable. A Huawei-related Chinese Supreme People’s Court retrial decision was pending. The company also disclosed that a prior Chinese court had ordered $3.2 million in damages to Huawei and set a royalty ceiling for specified Chinese patents.
  • The board raised the quarterly dividend to $0.35 per share in September 2017. Future dividends remain subject to board review and financial, legal and other conditions.
