InterDigital, Inc. — 2012 Form 10-K

Reporting period: Fiscal year ended December 31, 2012. Although the request identifies 2012 Q4, this filing reports full-year results and also provides unaudited fourth-quarter figures. InterDigital develops wireless technologies and primarily monetizes a portfolio of more than 19,000 patents and patent applications through licensing and patent sales.

Operating margin was approximately 63.2% and net margin approximately 41.0%. Results included a $136.8 million income tax provision; the effective tax rate was approximately 33.5%. Year-end total assets were $1.06 billion and shareholders’ equity was $518.7 million.

Revenue included $384.0 million from patent sales, principally the $375.0 million Intel transaction. Patent licensing royalties were $276.6 million, down 6% year over year; technology-solutions revenue was $2.5 million. Fourth-quarter revenue was $87.9 million and net income was $15.5 million. Operating cash flow improved substantially, while investing activities provided $63.0 million and financing activities used $232.9 million, including share repurchases and dividends.

Material changes versus the prior period

  • Total revenue rose 120%, primarily because of patent sales. Excluding patent sales, revenue was approximately $279.1 million, about 7.5% below 2011.
  • Current patent royalties fell $31.3 million, mainly from lower shipments by Japanese licensees and licensees concentrated in smartphones; past-sales revenue increased $12.6 million.
  • Operating expenses increased 46% to $244.0 million, reflecting higher enforcement and litigation costs, patent-sale costs, and a $12.5 million voluntary early-retirement charge. InterDigital expects another $1.0–$2.0 million of related charges in 2013.
  • Intel and Samsung represented 57% and 15% of 2012 revenue, respectively. Samsung’s 3G license term expired at year-end 2012; the filing describes it as unlicensed for covered products other than its paid-up 2G rights after expiration.
  • The company repurchased 4.9 million shares for $152.7 million and declared $1.90 per share in dividends, including a $1.50 special dividend. Cash and short-term investments declined $100.7 million, primarily reflecting repurchases, dividends and capital investments.

Outlook, risks, contingencies and unusual items

  • Management stated that available funds and expected operating cash generation should be sufficient for operations, capital needs, debt obligations, and existing repurchase and dividend programs over the next 12 months. It expects to continue quarterly dividends of approximately $0.10 per share, subject to board review; no numerical revenue or earnings guidance was provided.
  • The $230 million face-value 2.50% senior convertible notes mature in March 2016. Contractual interest is payable semiannually. The company also faces potential dilution from warrants and conversion provisions.
  • Litigation and licensing outcomes are significant uncertainties. A Chinese court ruled in February 2013 against InterDigital on certain antitrust and FRAND issues, ordered approximately $3.2 million in damages, and capped specified Chinese essential-patent royalties at 0.019% of Huawei product sales. InterDigital said it intended to appeal. Related USITC and Delaware actions, and a European Commission complaint, were also pending.
  • InterDigital deferred $44.3 million of revenue pending arbitration over a technology-solutions agreement. It also disclosed a $3.2 million litigation-contingency accrual related to the Huawei China proceedings.
  • Key business risks include challenges to patent validity, essentiality and enforceability; difficulty securing or renewing licenses; royalty-rate pressure; reliance on a small number of customers and licensees; uncertain success of future patent sales and technology commercialization; and substantial, variable legal costs. Four licensees accounted for 96% of year-end accounts receivable.
  • The audit opinion was unqualified, and the auditor and management concluded internal control over financial reporting was effective as of year-end.

Important facts for investors to verify

  • How much of 2012 earnings and cash generation came from nonrecurring patent sales, and how sustainable recurring licensing revenue is.
  • Whether InterDigital renewed or replaced Samsung’s expired 3G license, and the resulting revenue and cash-flow effects.
  • Developments and financial implications of the China ruling, appeals, FRAND proceedings, USITC cases, and related litigation.
  • Resolution of the technology-solutions arbitration and the timing and collectibility of the $44.3 million deferred revenue.
  • Future licensee shipment trends, royalty rates, customer concentration, and the conversion of prepaid or fixed-fee royalties into future revenue and cash receipts.
  • Debt repayment, dilution exposure, and the company’s capacity to sustain dividends and repurchases after the large 2012 capital returns.
