Material changes versus the prior comparable period
- Q2 rental income increased modestly, while comparable-property NOI declined 3.5% because of higher real estate taxes, insurance, repairs and maintenance.
- Six-month rental income and NOI benefited substantially from the 2022 Monmouth acquisition and related property contributions to the consolidated joint venture.
- Q2 net loss improved primarily because the prior-year period included a $100.7 million real estate impairment and a $9.5 million loss on equity securities. The 2023 quarter included only $0.3 million of impairment.
- Interest expense declined 7.4% in Q2 but increased 20.3% for the six-month period, reflecting changes in average debt balances and interest rates.
- In May 2023, the consolidated joint venture issued a $91.0 million, 6.25% mortgage loan and repaid four loans totaling $35.9 million, recording a $0.4 million loss on extinguishment of debt.
- Operating cash flow declined materially, primarily due to higher interest paid. Interest paid was $142.1 million in the first six months versus $55.1 million in the prior-year period.
- During the quarter, ILPT completed 1.6 million square feet of new and renewal leasing at a weighted average rental-rate increase of 29.5%. For the six months, 2.7 million square feet was leased at a 22.3% weighted average increase.
Guidance, outlook, risks and unusual items
The filing does not provide formal financial guidance. Management stated that high occupancy, e-commerce trends and supply-chain resiliency support industrial-property demand, but also emphasized that inflation, higher interest rates, economic uncertainty and financial-market disruption have increased the cost of capital and limited deleveraging.
Management believes rent collections, operating cash flow, asset-sale proceeds and available financing will be sufficient for operating needs, debt service, capital expenditures and distributions over the next 12 months. However, approximately 17% of annualized rental revenues are scheduled to expire through 2024, including 7.2% during 2024, and the company faces substantial 2024 floating-rate debt maturities.
Two properties with an aggregate carrying value of $36.9 million were classified as held for sale at June 30, 2023. As of July 25, 2023, ILPT had agreements to sell three properties totaling approximately 762,000 square feet for an aggregate $65.3 million, subject to closing conditions. Expected proceeds were intended for debt repayment and general purposes.
Key risks include refinancing and interest-rate risk, high leverage, tenant and geographic concentration, lease renewals, property values, access to capital, potential tenant defaults, joint venture obligations, reliance on RMR for management services, related-party conflicts, environmental liabilities and the ability to maintain REIT qualification. Management reported compliance with applicable debt covenants and effective disclosure controls as of quarter end.
Investor verification items
- Verify the refinancing or extension strategy and available liquidity for the $1.400 billion March 2024 and $1.235 billion October 2024 floating-rate loan maturities.
- Assess whether operating cash flow can support debt service, capital expenditures and the $0.01 per share quarterly distribution.
- Review normalized FFO trends and the large decline from 2022 despite higher rental income and NOI.
- Monitor FedEx and Amazon exposure, lease expirations and renewal results, particularly the 2024 expiration schedule.
- Confirm completion and proceeds of the announced property sales and whether proceeds are applied to debt reduction.
- Evaluate the impact of higher interest rates, refinancing spreads and the effectiveness and expiration terms of the interest-rate caps.
- Review RMR management fees, related-party arrangements and potential incentive fees payable after year-end 2023.
